IPG Photonics Corporation — FY 2018 Form 10-K
Reporting period: Fiscal year ended December 31, 2018. The filing also reports unaudited fourth-quarter results. Amounts below are in U.S. dollars; annual financial figures are generally in millions.
Business context
IPG develops and manufactures fiber lasers, amplifiers, diode lasers, accessories and laser systems, primarily for materials processing. It sells globally to OEMs, system integrators and end users and operates a vertically integrated manufacturing model. Materials processing generated 94.1% of FY 2018 sales. China represented 43.1% of sales, and the largest customer represented 12%.

Operating cash flow less capital expenditures was approximately $233.0 million in 2018, versus $278.9 million in 2017. This is a simple calculation, not a company-reported free-cash-flow measure.
At year-end, cash and cash equivalents were $544.4 million and short-term investments were $500.4 million, totaling $1,044.8 million, versus $1,116.2 million a year earlier. Total debt was $45.4 million, including $3.7 million current. The company reported $107.4 million of unused credit facilities and was in compliance with its financial covenants. Current assets were $1,805.4 million and current liabilities $245.8 million.
Fourth-quarter results and changes
Q4 2018 revenue was $330.1 million, down 8.6% from $361.1 million in Q4 2017. Gross profit was $166.7 million, down 20.1% from $208.8 million. Net income attributable to IPG was $75.6 million, up from $53.0 million, and diluted EPS was $1.40 versus $0.96. Q4 2017 earnings were affected by the Tax Act, so the year-over-year net-income comparison is not solely indicative of operating performance.
For the full year, revenue growth slowed to 3.6% from 40.0% growth in 2017. Management attributed weaker second-half conditions to slower macroeconomic growth and U.S.–China trade uncertainty, which reduced capital-equipment spending in China and Europe. Lower manufacturing-cost absorption, lower average selling prices and product mix reduced gross margin. High-power laser sales increased, while medium/low-power and QCW laser sales declined. Laser systems and other revenue grew.
Outlook, risks and unusual items
- Management expected 2019 capital expenditures of approximately $170 million to $180 million, excluding acquisitions, mainly to expand capacity. No explicit revenue or earnings guidance is provided.
- Year-end backlog was $712.3 million versus $743.6 million a year earlier; the company expected to ship a substantial majority in 2019. $373.6 million was frame agreements, which are nonbinding, and orders generally may be canceled without substantial penalties.
- IPG acquired Genesis in December 2018 and robot concept GmbH during 2018; investing cash outflow included $109.1 million for acquisitions, net of cash acquired. Genesis purchase accounting was preliminary. Acquired Genesis revenue was included only from the acquisition date.
- The company repurchased $176.1 million of stock in 2018. In February 2019, the board authorized a further anti-dilutive repurchase program of up to $125 million, subject to stated limits and conditions.
- Key risks include dependence on cyclical customer capital spending, especially materials processing; price competition and declining selling prices; customer and China concentration; trade tariffs and export controls; and exposure to operations and supply chains in Russia and China. The filing notes reduced Chinese demand and order delays or limited cancellations, and identifies potential sanctions and reputational risks connected with the CEO’s inclusion in a U.S. Treasury report listing Russian “oligarchs.”
- The effective tax rate fell to 24.4% from 37.0%, mainly reflecting the U.S. corporate tax-rate reduction under the Tax Act and other tax items. The company reported $11.2 million in unrecognized tax benefits and an ongoing German tax audit covering 2013–2016.
- Deloitte issued unqualified opinions on the financial statements and internal control over financial reporting. Genesis was excluded from the internal-control assessment for 2018 because it was acquired late in the year.
Important facts for investors to verify
- Whether demand and order trends in China and Europe stabilize, given China’s 43.1% share of FY 2018 sales and the reported late-year slowdown.
- How much of the $712.3 million backlog converts to shipments and revenue, particularly the nonbinding frame agreements and cancellable orders.
- Whether gross margins recover as production volumes, pricing, product mix and capacity utilization change.
- Whether planned capacity spending and acquisitions generate adequate returns without further pressure on cash flow or margins.
- The final purchase accounting and integration performance for Genesis, along with the progress and economics of the 2019 share-repurchase authorization.
- Potential effects of tariffs, export restrictions, sanctions, currency movements and tax audits on operations and reported results.
