Fourth-quarter revenue was $123.5 million, gross profit $66.4 million and net income attributable to IPG $31.1 million, compared with $101.0 million, $55.5 million and $27.1 million, respectively, in Q4 2010. Q4 gross margin was approximately 53.8%, versus 55.0% a year earlier.

Business and changes versus prior year

  • Annual revenue increased 58.6%. Materials processing revenue rose 66.4% to $419.4 million and represented 88.4% of sales. Communications revenue rose 45.3% to $20.4 million; advanced applications were nearly flat at $25.9 million.
  • Sales growth was driven principally by high-power lasers for cutting and welding and pulsed lasers for marking and engraving. China was the largest reported geographic market, at $104.6 million, or 22.0% of sales.
  • Gross margin improved by 5.3 percentage points, which management attributed to higher production volume and fixed-cost absorption, lower diode cost per watt, and increased use of internally manufactured components. Inventory provisions nevertheless increased to $6.1 million from $2.7 million.
  • Operating expenses rose in dollars, including R&D to $25.4 million from $19.2 million, but declined as a share of revenue. Net income attributable to IPG more than doubled.
  • Inventory increased to $117.0 million from $72.5 million and was a significant use of operating cash; accounts receivable also rose. Cash generation therefore did not track earnings growth.

Outlook, risks and unusual items

  • Management expected 2012 capital expenditures of approximately $55–$60 million, excluding acquisitions, and expected R&D and aggregate sales and marketing spending to increase. Backlog was approximately $207.0 million at year-end, with most expected to ship in 2012; orders are generally cancelable and backlog is not necessarily indicative of future sales.
  • Management said available cash, marketable securities, operating cash flow and credit lines should meet liquidity and capital needs for the foreseeable future. A portion of cash and investment proceeds held in Russia is designated for the Russian subsidiary and is not available for general use outside Russia.
  • Key risks include dependence on cyclical manufacturing capital spending, particularly materials processing and China; competition and falling average selling prices; high fixed manufacturing costs and inventory-obsolescence exposure; customer order cancellations and limited long-term commitments; and international, currency, export-control and supplier-concentration risks.
  • Rusnano held a 22.5% interest in the Russian subsidiary after a further $20.0 million investment in 2011. Put and call provisions create a redeemable noncontrolling interest, reported at $46.1 million; a remaining warrant could add a further 2.5% interest for $5.0 million.
  • In the IMRA America patent case, a jury found in 2011 that IPG did not infringe. IMRA filed post-trial motions and retained appeal rights; IPG recorded no loss accrual for the contingency at year-end.
  • Foreign exchange gains were $2.9 million. Management estimated that, at prior-year exchange rates, 2011 sales and gross margin would have been $17.2 million and $7.1 million lower, respectively. The filing identifies no specific revenue or earnings guidance for 2012.

Important facts for investors to verify

  • Whether demand, especially in materials processing and China, can sustain growth while pricing pressure and competition increase.
  • Inventory quality, conversion to sales and cash, and the effect of continued capacity expansion on utilization and margins.
  • Execution of the planned 2012 capital program and the actual availability of cash held in foreign subsidiaries.
  • Developments in the IMRA post-trial proceedings and the terms, timing and potential cash or share impact of Rusnano’s put and call rights.
  • The company’s ability to preserve margins amid average selling-price declines, foreign-exchange movements and customer concentration.
