Quarterly revenue increased 2% from the September 2018 quarter. Product revenue was $852.2 million and service revenue was $267.7 million. Management attributed year-over-year growth to equipment demand and a larger installed base supporting service revenue. The prior-year quarter’s net loss reflected approximately $442 million of tax expense associated with the Tax Cuts and Jobs Act, so the large earnings improvement is not solely an operating comparison.
Gross margin declined from 65.1% in the immediately preceding quarter, primarily due to unfavorable product and service mix. Year over year, quarterly margin also reflected higher service and manufacturing costs. Six-month margin improved modestly, with favorable mix partly offset by higher costs.
Liquidity, debt, and capital allocation
- Cash, cash equivalents, and marketable securities totaled $2.694 billion at December 31, 2018, versus $2.880 billion at June 30, 2018. Working capital was $3.00 billion, down from $3.33 billion.
- Cash and marketable securities included $2.15 billion held by foreign subsidiaries and branch offices; KLA intended to indefinitely reinvest $1.94 billion of that amount.
- Senior notes had $2.25 billion aggregate principal outstanding, with $250 million classified as current. The company reported compliance with debt covenants.
- KLA expanded its unsecured revolving credit commitment to $1.00 billion, extended maturity to November 2023, and had no borrowings outstanding at period-end.
- Six-month financing cash outflow was $797.1 million, including $550.2 million of share repurchases and $237.3 million of dividends and dividend equivalents. The quarterly dividend was $0.75 per share.
Material changes, outlook, and notable items
- Industry outlook: Management’s view was aligned with analyst expectations for declining wafer-fab equipment spending in calendar 2019, driven by memory. It expected leading-edge foundry and logic spending to remain strong and said the business mix was shifting toward those customers. Management cited long-term industry growth prospects but emphasized the industry’s cyclicality and unpredictable customer spending.
- Orbotech transaction: The proposed acquisition remained subject to regulatory and other closing conditions. KLA reported advanced discussions with China’s SAMR and aimed for clearance as soon as practicable in 2019. The stated consideration was $38.86 in cash and 0.25 KLA share per Orbotech ordinary share. KLA also described a planned repurchase authorization of up to $2 billion if the merger closes, with approximately $1 billion of new long-term debt intended to help fund it.
- Revenue accounting: KLA adopted ASC 606 on July 1, 2018 using the modified retrospective method; prior-year results were not restated. The new standard changed the timing and classification of revenue, including recognizing standard warranties as separate service obligations. For the six-month period, reported revenue and net income were respectively $176.4 million and $107.5 million higher than they would have been under the prior accounting standard. This limits direct period-to-period comparability.
- Customer and operating risks: Two customers represented approximately 14% and 13% of quarterly revenue. Management cited concentrated customers, order delays or cancellations, inventory exposure, and semiconductor-capital-spending cycles as risks to results.
- Trade restriction: KLA disclosed that U.S. export restrictions on Fujian Jinhua Integrated Circuit Company (JHICC), effective October 30, 2018, prevent it from fulfilling JHICC orders or servicing installed products unless the restrictions change.
- Other exposures: The filing discusses ordinary-course legal claims and uncertainties in tax examinations. Significant purchase commitments were estimated at $489.8 million, primarily payable within 12 months. Management stated liquidity should be sufficient for at least the next 12 months. Disclosure controls were assessed as effective at a reasonable assurance level.
Important facts for investors to verify
- Progress and final regulatory outcome of the Orbotech acquisition, including any conditions, timing, financing, and planned repurchases.
- Whether memory spending weakens as expected and whether foundry and logic demand offsets that decline; monitor orders, shipment timing, and customer concentration.
- The effect of ASC 606 on reported revenue, margins, contract liabilities, and comparisons with periods reported under the previous standard.
- Cash availability and potential repatriation costs, given the substantial foreign-held balance, alongside debt maturities and any additional borrowing.
- Potential consequences of JHICC restrictions, tax examinations, and other legal or regulatory matters; the filing does not quantify a clear material outcome for these contingencies.
