Changes and management commentary

  • Continuing-operations net income increased to $2.277 million from $1.478 million in Q1 2011; total net income was slightly lower year over year because Q1 2011 included the after-tax gain and related items from the sale of Dakin Insurance Agency. The agency sale closed in March 2011.
  • Management attributed stronger continuing earnings to higher net interest and non-interest income, a lower loan-loss provision, and lower operating expense. Trust income rose by $283,000, mainly from estate fees; securities and mortgage-loan sale gains also increased.
  • Net interest income increased modestly, but the tax-equivalent margin declined 18 basis points. Management cited lower asset yields, partly offset by lower funding costs and higher average interest-earning assets.
  • Net loan charge-offs were $256,000, versus $374,000 in Q1 2011. Non-accrual and 90-days-past-due loans totaled $3.174 million, or 0.69% of loans, down from $3.707 million, or 0.80%, at year-end. Accruing restructured loans were $14.572 million.
  • Other real estate owned and repossessed assets increased to $2.091 million from $1.642 million, including a commercial property transfer from non-accrual loans. The quarter included a $76,000 OREO valuation write-down and a $5,000 loss on a repossessed asset.

Liquidity, capital, risks and outlook

  • Management reported liquid assets of $277.6 million, or 35.1% of total assets, and stated it had experienced no liquidity or operational problems. Core deposits represented 79.7% of deposits. Management believed liquidity was sufficient for lending and capital-expenditure commitments.
  • Regulatory capital ratios at March 31 were 14.93% total risk-based, 14.33% Tier 1 risk-based, and 8.72% leverage. The Bank and LCNB were reported as well-capitalized under prompt-corrective-action standards.
  • Interest-rate sensitivity modeling estimated that a 300-basis-point increase would raise one-year net interest income by 4.95%, while reducing economic value of equity by 27.18%, slightly outside the company’s 25% policy range. Management considered that result acceptable in the current environment. The simulations rely on uncertain assumptions and are not forecasts.
  • Off-balance-sheet commitments and standby letters of credit totaled $79.902 million. Management believed available liquidity could fund commitments. The company disclosed ordinary-course claims and proceedings, which management did not expect to have a material effect.
  • Key risks identified include regulatory policy changes, interest-rate fluctuations, loan demand, delinquencies and losses, and general economic conditions. No material risk-factor changes were reported. No specific earnings or financial guidance was provided; management cautioned that quarterly results are not necessarily indicative of full-year results.

Investor verification priorities

  • Check the trend in net interest margin and whether lower asset yields continue to offset funding-cost reductions.
  • Review commercial real-estate and residential loan quality, impaired loans, restructured loans, charge-offs, and OREO activity.
  • Assess the sustainability of elevated trust income and gains from securities and mortgage-loan sales.
  • Verify liquidity and capital levels alongside the $79.9 million of commitments and the sensitivity of economic value of equity to rising rates.
  • Distinguish continuing earnings from Q1 2011 total earnings, which included discontinued operations and the insurance-agency sale.
