Material changes and operating drivers

  • Visible-components revenue declined 31% in the quarter and 25% year to date, amid weaker defense, catalog/distribution and China telecommunications sales. Infrared-components revenue rose 9% and 14%, respectively, including shipments under an international military contract.
  • Assemblies and modules revenue fell 20% in the quarter due mainly to shipment timing, but increased 7% year to date, partly reflecting Visimid. Engineering-services revenue was nearly flat in the quarter and increased year to date, partly from Visimid and a funded research contract.
  • Management attributed lower gross-margin percentages to a sales mix shift away from higher-margin visible components. Operating expenses increased year to date, including higher product-development costs and amortization of Visimid-related intangibles.
  • Backlog was approximately $21.2 million at December 31, down 28% from a year earlier and 2% from fiscal year-end. The company said shipments against prior contract bookings and the absence of a typical Germanium order renewal contributed to the decline.
  • Cash provided by operations improved year over year, while investing cash outflow increased to $1.84 million, including $1.48 million of capital expenditures and $0.72 million for Visimid, net of cash acquired. Capital spending largely reflected the Orlando facility expansion.

Outlook, risks and unusual items

  • No specific revenue or earnings guidance is provided. Management expects existing annual and multiyear contracts to renew in future quarters, but timing is uncertain. It is working with customers to shift from Germanium optics toward its BlackDiamond materials; the transition could temporarily reduce revenue and backlog.
  • The company is discussing refinancing its BankUnited debt before its December 2024 maturity, but states there is no assurance financing will be available on reasonable terms. Failure to refinance could require additional equity or other financing, or reduced operating costs and capital expenditures.
  • Management identifies China’s economic slowdown, geopolitical conflicts, potential raw-material and component supply constraints, inflation, interest rates, and the ability to sustain sales growth and convert inventory to cash as risks. Germanium and Gallium export restrictions may affect supply; the company intentionally did not renew a typical large Germanium order while customers evaluate alternatives.
  • In December, the company recorded approximately $190,000 of recovered funds related to alleged misconduct by former China subsidiary managers. Management expects minimal additional related legal costs. Other legal proceedings with former employees remain part of the disclosure; the filing says routine legal matters are not expected to materially affect financial position or results.
  • Visimid’s purchase accounting remains provisional pending third-party valuations. The acquisition included cash, restricted stock, assumed debt and a contract-contingent earnout; estimated goodwill was adjusted downward by $2.2 million during the period.
  • More than 25% of cash and cash equivalents was held by foreign subsidiaries. China’s repatriation rules and the company’s intention to reinvest some foreign earnings may limit immediate access to those funds.

Important facts for investors to verify

  • Progress and terms of refinancing the BankUnited loan before its December 31, 2024 maturity, including exit fees and the release of restricted cash collateral.
  • Whether the Germanium customer renews orders and the pace at which customers transition to BlackDiamond or other materials.
  • Backlog conversion, renewal timing and the trajectory of visible-components demand and gross margins.
  • Visimid’s contribution to revenue and results, completion of purchase-price valuations, and any earnout obligations.
  • Cash generation, capital spending needs for the Orlando expansion, and availability of funds held by foreign subsidiaries.
  • Share dilution: weighted-average shares rose to approximately 37.5 million from 27.2 million in the prior-year quarter, largely reflecting the January 2023 public offering.
