Mercantile Bank Corporation — Q3 2014 Form 10-Q
Reporting period: Three and nine months ended September 30, 2014; balance sheet compared with December 31, 2013. Results are unaudited. The Firstbank Corporation merger closed June 1, 2014, and its operations are included from that date, so year-over-year comparisons are materially affected by the acquisition.

Material changes and merger
- Firstbank brought approximately $1.5 billion of assets and 46 branches; Mercantile issued 8.09 million shares. Preliminary goodwill was $50.9 million. Acquired assets and liabilities were recorded at provisional fair values, subject to refinement for up to one year after closing.
- The merger drove much of the increase in loans, securities, deposits, employees, and total assets. Firstbank contributed approximately $13.5 million of Q3 and $18.0 million of nine-month net interest income. Firstbank’s pre-merger results are not included in reported results.
- Q3 net income improved year over year as higher net interest income more than offset increased costs. Nine-month net income declined because higher overhead, including merger costs, exceeded the increase in net interest income.
- Commercial loans were 81.5% of loans at September 30, versus 93.7% at year-end 2013; retail loans increased substantially with the acquisition. Noninterest-bearing deposits were 23.5% of deposits, and out-of-area deposits fell to 8.1% from 19.0%.
Outlook, commentary, and risks
- Management expected approximately $0.4 million of additional merger costs in Q4 2014 and nominal costs in the first two quarters of 2015. It anticipated further cost savings and synergies, but did not quantify them. The filing provides no formal earnings or revenue guidance.
- Management cited a strong loan pipeline, including more than $140 million of unfunded commercial construction and development availability and approximately $128 million of additional loan commitments. It also noted competitive lending conditions and borrower paydowns/refinancing, while stating it would maintain prudent underwriting standards.
- Management attributed provision benefits to recoveries, reserve reductions, fewer rating downgrades, upgrades, and improving economic and real-estate conditions. It cautioned that future credit deterioration or economic changes could require higher reserves. Acquired loans were recorded without a carried-over allowance; no allowance had been established on those acquired loans through September 30.
- Troubled debt restructurings totaled $50.8 million, including $47.4 million on accrual status. Management reported that most operating systems were integrated. Key stated risks include merger integration and competition, interest-rate changes, borrower repayment capacity, real-estate values, economic conditions, regulation, and liquidity.
- Interest-rate simulations estimated a 7.2% decline in next-12-month net interest income under a 400-basis-point rate decrease and a 2.9% increase under a 400-basis-point increase. The filing notes that assumptions are uncertain and actual outcomes may differ.
- Unfunded credit commitments and standby letters of credit totaled $800.4 million; the filing reported no reserve or liability for these commitments. Repurchase-agreement balances are not federally insured deposit accounts. Management reported no material legal proceedings, no material change in previously disclosed risk factors, and effective disclosure controls.
