Material changes versus comparable periods

  • Q3 common earnings rose 7.6% year over year; nine-month common earnings rose 37.8%.
  • Q3 net interest margin declined to 3.93% from 4.08%, while the nine-month margin improved to 4.03% from 3.79%. Management cited stronger investment-security yields and loan volume for the year-to-date increase; $0.335 million of recaptured interest on two commercial real estate loans also contributed.
  • Q3 provision expense fell to $0.395 million from $0.575 million; nine-month provision declined to $1.217 million from $1.485 million. Nonperforming loans and total nonperforming assets also declined from year-end.
  • Noninterest income fell 8.3% in Q3 and 3.5% year to date. Nine-month decreases in mortgage banking and merchant services, and lower securities gains, partly offset higher fiduciary income and new SBA loan-sale gains.
  • Noninterest expense increased 3.9% in Q3 and 2.4% year to date. Notable drivers included higher FDIC assessment expense in Q3 and higher occupancy costs year to date; lower salaries and professional fees partly offset increases.
  • Total deposits grew $37.867 million, driven by demand and money-market accounts, while time deposits declined $6.202 million. Long-term debt rose $9.863 million, primarily from a $10 million FHLB advance.

Outlook, risks, contingencies, and unusual items

  • Merger: On August 27, 2014, Mid Penn agreed to acquire Phoenix Bancorp and its Miners Bank subsidiary. Closing was expected in Q1 or Q2 2015, subject to shareholder and regulatory approvals and other conditions. Phoenix holders are to receive an election of 3.167 Mid Penn shares, $51.60 cash, or a combination, subject to allocation procedures; 80% of Phoenix shares are designated for stock consideration and the remainder for cash. Mid Penn estimated merger cash expenditures of $2.949 million, to be funded with additional long-term borrowings, and agreed to assume Phoenix Treasury SBLF preferred stock with a $2.625 million liquidation preference. Consideration may be adjusted for specified environmental and property costs exceeding $0.4 million.
  • Management provided no specific earnings or financial guidance. It cautioned that interim results are not necessarily indicative of full-year results and that interest rates, deposit and loan mix, competition, economic conditions, regulation, and acquisition execution could affect performance.
  • Commercial real estate is a significant concentration: $294.803 million, or 51.9% of loans. Management identified commercial and commercial real estate lending as carrying heightened risk, including sensitivity to borrower cash flows, local economic conditions, and collateral values.
  • Accruing troubled debt restructurings were $2.071 million; total troubled debt restructurings were $9.062 million, up from $7.765 million at year-end. Management reported no defaults under the related forbearance agreements at September 30, 2014.
  • Investment securities had $0.782 million of gross unrealized losses at September 30, compared with $2.945 million at year-end. Management attributed losses principally to interest-rate movements and did not consider them other-than-temporary impairments.
  • Standby letters of credit totaled $9.142 million. Management did not anticipate losses; the liability for payment was reported as immaterial. No material adverse litigation was disclosed, and the filing reported no material change in previously disclosed risk factors or market risk.
  • Management said disclosure controls were effective as of September 30, 2014, and reported no material changes in internal control over financial reporting during the quarter.

Important facts for investors to verify

  • Whether the Phoenix merger received required shareholder and regulatory approvals, closed on the expected timetable, and remained within the estimated cost and funding assumptions.
  • Whether loan growth—particularly commercial real estate and construction lending—was accompanied by stable credit quality, collateral values, and allowance adequacy.
  • Whether the decline in nonperforming loans persisted and whether troubled debt restructurings performed under their modified terms.
  • Whether the improvement in year-to-date net interest margin and earnings continued, given the lower Q3 margin and rate-sensitive funding and asset mix.
  • Whether deposit growth remained stable and the additional FHLB borrowing and planned merger funding were consistent with liquidity and capital objectives.
