MONOLITHIC POWER SYSTEMS, INC. annual report, FY2019

Monolithic Power Systems, Inc. (NASDAQ: MPWR) — FY2019 Form 10-K

Reporting period: Fiscal year ended December 31, 2019. The filing was signed February 28, 2020. Although the request specifies 2019 Q4, this is an annual report; quarterly Q4 figures are included where disclosed. Amounts below are in U.S. dollars.

Business context

MPS designs and sells integrated power-management semiconductor solutions. It uses a fabless model, relying on third parties for wafer fabrication and assembly. Computing and storage was its largest end market in 2019; DC-to-DC products generated 94% of revenue. Asia represented 89% of revenue, and the largest distributor accounted for 23%.

Q4 2019 revenue was $166.7 million, versus $153.5 million in Q4 2018; net income was $32.4 million, versus $27.6 million. Q4 revenue was below Q3 2019’s $168.8 million.

Revenue grew in computing and storage (+18.9%), automotive (+12.8%), industrial (+12.3%) and communications (+20.1%). Consumer revenue declined 10.8%. Management attributed annual growth to higher demand and 8% greater unit shipments; average selling prices were essentially flat. Gross margin edged lower as sales mix shifted toward lower-margin products, partly offset by lower inventory write-downs and warranty expenses.

Liquidity, cash flow and capital

At year-end, cash and cash equivalents were $173.0 million and short-term investments were $282.4 million, totaling $455.4 million. Working capital was $557.0 million, up from $500.4 million. Current assets were $655.2 million and current liabilities were $98.2 million. Total liabilities were $182.9 million and stockholders’ equity was $773.5 million. The balance sheet presents no borrowings as a separate debt line item.

Operating cash flow was $216.3 million; investing cash outflow was $167.1 million, principally reflecting $95.8 million of property and equipment purchases and $76.8 million of net short-term investment purchases. Financing cash outflow was $48.1 million, including $67.3 million in dividends and dividend equivalents. Approximate operating cash flow less capital expenditures was $120.5 million. MPS repatriated $75 million from its Bermuda subsidiary and stated that available cash, investments and operating cash generation should meet liquidity needs for the next 12 months.

Dividends declared were $1.60 per share in 2019, versus $1.20 in 2018. In February 2020, the board approved increasing the quarterly dividend from $0.40 to $0.50 per share; future declarations remain discretionary.

Changes, outlook and risks

  • Operating expenses rose 16.5% to $243.8 million, led by higher R&D and SG&A spending. Stock-based compensation was $78.7 million, compared with $60.6 million in 2018, contributing to operating-income contraction despite revenue growth.
  • Income tax expense fell to $4.3 million from $13.2 million; the effective tax rate was 3.8% versus 11.2%. The filing cites foreign income taxed at lower rates, tax credits and stock-compensation tax benefits, partly offset by GILTI.
  • Management emphasized continued investment in R&D, new products and market expansion, and the need to secure manufacturing capacity and diversify customers. The filing provides no specific numerical revenue or earnings guidance.
  • Key exposures include semiconductor cyclicality and the downturn described in the filing, concentration of sales and operations in Asia, China trade and export restrictions, supplier capacity and yield, demand forecasting and inventory risk, and reliance on a small number of distributors. The filing also identified the COVID-19 outbreak first reported in China in December 2019 as a potential operational and economic risk.
  • Outstanding supplier and other purchase commitments were $90.6 million. The one-time U.S. transition-tax liability was payable in installments through 2025. MPS reported no material pending legal proceedings at year-end, although it incurred $2.5 million of litigation expense in 2019. Auction-rate securities had a $3.1 million fair value and were subject to valuation uncertainty.
  • The independent auditor gave an unqualified opinion on the 2019 financial statements and internal control over financial reporting. Inventory valuation was identified as a critical audit matter. Management reported effective disclosure controls and internal control.

Important facts for investors to verify

  • Whether post-year-end demand, particularly in China and consumer markets, and the COVID-19 disruption changed revenue, supply availability or forecasts.
  • Whether growth in computing, automotive, industrial and communications can offset consumer weakness, and whether product mix pressures gross margin.
  • Distributor concentration, end-customer demand, wafer capacity and the adequacy of inventory reserves; inventory was $127.5 million at year-end.
  • The sustainability of cash generation and the increased dividend, considering planned investment, purchase commitments and future repatriations.
  • The drivers and potential volatility of the unusually low 2019 effective tax rate, including GILTI and $25.4 million of unrecognized tax benefits.
