Material changes and transaction effects
- Neogen completed the Reverse Morris Trust combination with 3M’s Food Safety business for preliminary purchase consideration of $3.22 billion, comprising approximately $2.3 billion of Neogen shares and $1.0 billion in cash consideration. Approximately 108.3 million shares were issued; former 3M shareholders owned about 50.1% of the combined company after closing.
- The preliminary acquisition accounting recorded $1.96 billion of goodwill and $1.56 billion of acquired intangible assets. Valuations remain subject to change during the measurement period.
- The quarter included $39.1 million of transaction costs, $20.3 million of acquired-intangible amortization, and a $3.9 million inventory step-up charge. For the six months, transaction costs were $52.9 million. The acquired business also contributed significant interest costs from merger financing.
- Quarterly interest expense was $20.5 million. The company also recorded a $5.8 million foreign-currency loss on revaluation of transaction-related intercompany loans.
- Gross margin improved, with management citing acquired 3M product-line mix and pricing actions. Inflation in materials, labor and transportation continued to pressure costs, though freight costs eased from earlier highs.
Liquidity, outlook and risks
- Operating cash flow was negative in the first half, which management attributed in part to transaction-related spending and increased inventories. Capital spending and purchases of other non-current assets totaled $25.1 million.
- Merger financing includes a $590 million term-loan balance at quarter-end and $350 million of 8.625% senior notes due 2030. The term loan matures in 2027; the company paid down $60 million of principal in September. The company reported compliance with debt covenants at November 30.
- The filing provides no financial forecast. Management said inflation was expected to continue affecting the remainder of fiscal 2023, but its impact could not be quantified. It also said COVID-related effects could persist through at least fiscal year-end.
- Risks discussed include acquisition integration and transition-service dependence, inflation and supply-chain disruption, foreign-exchange movements, COVID-19 impacts, and potential effects of the Russia-Ukraine conflict. The company reported no material changes to previously disclosed risk factors.
- Contingencies include an environmental-remediation liability of $916,000, with possible cost increases if the remediation approach changes, and an ongoing OFAC inquiry concerning certain services involving an Iranian party. The company stated it did not expect the OFAC matter to have a material impact and considered its $600,000 reserve adequate.
