NEKTAR THERAPEUTICS annual report, FY2015

Nektar Therapeutics — 2015 Form 10-K Summary

Business context and reporting period

Nektar is a clinical-stage biopharmaceutical company whose PEGylation and advanced polymer-conjugate technologies support proprietary drug development and collaborations. This annual report covers the fiscal year ended December 31, 2015; the filing also reports unaudited fourth-quarter results. Revenue is generated through product sales, royalties, collaboration and license payments, and research and development reimbursements.

Financial results and liquidity

Total revenue$230.8 million$200.7 million
Operating costs and expenses$260.2 million$217.2 million
Loss from operations$(29.4) million$(16.5) million

Cash, cash equivalents and marketable investments, year-end$308.9 million$262.8 million
Working capital, year-end$288.8 million$224.2 million
  • Revenue increased 15%, principally reflecting $140 million in AstraZeneca launch-related payments for MOVANTIK/MOVENTIG and a $10 million ADYNOVATE FDA-approval milestone. License, collaboration and other revenue was $165.6 million. The filing cautions that collaboration milestones can make revenue volatile.
  • Product sales were $40.2 million, up 60%. Product gross profit was $6.1 million and product gross margin was 15%, versus a $3.4 million gross loss and negative 13% margin in 2014; product mix improved. These are product metrics, not company-wide gross margins.
  • Research and development expense rose 24% to $182.8 million, primarily due to NKTR-181 Phase 3 trials. General and administrative expense was $43.3 million, including a $3 million commercial-litigation settlement obligation.
  • Cash used in operating activities was $73.1 million, compared with $142.0 million in 2014. The 2015 figure included $142 million of collaboration milestone and other contingent receipts. Capital expenditures were $11.2 million.
  • Year-end debt included $250 million principal of 7.75% senior secured notes due October 2020 and $5.8 million of capital lease obligations; the notes’ carrying value, net, was $242.1 million. The company also reported a $119.0 million liability related to the prior sale of future royalty rights; this is distinct from the notes and is being amortized through noncash accounting.
  • Quarterly results were uneven. In Q4 2015, revenue was $39.4 million and net loss was $54.1 million, compared with Q4 2014 revenue of $19.6 million and net loss of $45.7 million. The filing attributes material swings to milestone timing and other factors.

Material changes, outlook and commentary

  • In October 2015, Nektar issued $250 million of 7.75% secured notes, redeemed $125 million of 12% notes, and reported a $14.1 million extinguishment loss. The new indenture restricts certain actions and requires at least $60 million in cash and investments.
  • MOVANTIK launched in the U.S. and MOVENTIG in Germany during 2015; ADYNOVATE was approved and launched in the U.S. Management expects royalties in 2016 to increase with sales of these products, and product sales and product gross margin to increase.
  • Management expects 2016 license, collaboration and other revenue to decrease significantly from 2015 because major launch payments were nonrecurring. It expects R&D expense to be broadly consistent with 2015, G&A to decline marginally, and operating cash use before contingent payments to decrease. These are management expectations, not guaranteed results.
  • NKTR-181 was in Phase 3; after year-end, on February 29, 2016, an independent review instructed Nektar to add about 200 patients to the study. Management estimated total third-party and direct material costs for the Phase 3 program at about $130 million, with $40.3 million incurred through 2015.
  • NKTR-102’s Phase 3 BEACON trial missed its primary overall-survival significance threshold (hazard ratio 0.87; p=0.08); secondary endpoints also were not statistically significant. Nektar was evaluating regulatory and development options and did not plan to proceed without a partner. A possible EU conditional-approval route would require a confirmatory trial; the FDA indicated BEACON alone would not support accelerated approval.
  • NKTR-214 began Phase 1/2 testing in December 2015. Other partnered programs include Phase 3 Amikacin Inhale and Fovista, while several additional candidates remain in earlier development.

Risks, contingencies and unusual items

  • Revenue and future funding depend heavily on partners and a small number of products: AstraZeneca accounted for 57% of 2015 revenue and UCB 13%. Partner decisions, sales performance, clinical results and milestone timing may materially affect results.
  • Nektar reported a net loss and expects continued losses and negative operating cash flow. It said available liquidity was expected to fund its current business plan for at least 12 months, but it had no credit facility or other committed capital and may need financing or new collaborations.
  • Clinical, regulatory, manufacturing, reimbursement, competition, intellectual-property and supplier risks are significant. Nektar also cites dependence on limited-source materials and the absence of a backup for its Huntsville manufacturing operations.
  • Nektar sued Allergan and MAP in 2015 over contract economics and sought damages related to payments under their collaboration; the filing does not state a clear final resolution. Enzon’s $1.5 million contract claim was dismissed, with Enzon stating it intended to appeal. Nektar also described a German patent-ownership dispute with Bayer and a challenge to a MOVANTIK patent; it said it was defending its rights.
  • The $22.1 million of royalty revenue associated with previously sold CIMZIA and MIRCERA royalty interests was noncash to Nektar; related royalties are remitted to the purchaser. The company recorded $20.6 million of related noncash interest expense in 2015.

Most important facts for investors to verify

  • Commercial sales, royalty rates and any sales milestones for MOVANTIK/MOVENTIG and ADYNOVATE, including the effect of any contractual or post-marketing-study adjustments.
  • NKTR-181 Phase 3 enrollment, the impact and cost of the added patients, and the eventual efficacy and safety results.
  • Any partnership, regulatory strategy, confirmatory-trial plan or funding decision for NKTR-102 following BEACON.
  • Cash burn, milestone timing, debt service and compliance with the notes’ $60 million minimum-liquidity covenant.
  • Developments in the Allergan/MAP, Bayer patent, Enzon appeal and MOVANTIK patent matters, and their potential financial or commercial consequences.

The filing reports unqualified audit opinions on the financial statements and internal control over financial reporting; management also concluded disclosure controls were effective at year-end.
