Fourth quarter: Revenue was $253.0 million versus $288.9 million in Q4 2018. Gross profit was $69.6 million, or approximately 27.5% of revenue. Continuing-operations net loss was $0.4 million, compared with a $0.5 million loss in Q4 2018. Q4 2018’s total net loss of $27.8 million also included Arlo discontinued operations.

Changes versus the prior year

  • FY revenue fell 5.7%; management attributed the decline principally to Connected Home, down 7.7%, while SMB revenue was approximately flat.
  • Connected Home revenue was $711.4 million and contribution margin was 9.5%, down from 12.5%. SMB revenue was $287.4 million and contribution margin was 23.4%, down from 24.4%.
  • Gross margin contracted 2.8 percentage points, mainly from Section 301 tariffs, manufacturing transition inefficiencies, increased channel promotions and currency headwinds.
  • Operating expenses decreased $34.9 million, including lower personnel, marketing, legal/professional, IT and facilities costs. Operating income nevertheless declined 32.4%.
  • Continuing-operations net income rose from $17.3 million to $25.8 million, helped by substantially lower tax expense; FY 2018’s consolidated loss included Arlo-related discontinued-operation losses.
  • Cash and short-term investments fell $78.7 million, primarily reflecting $75.9 million of share repurchases. Operating cash flow improved from negative $15.1 million to positive $13.5 million.

Outlook, risks and notable items

  • Management targeted low-single-digit combined revenue growth for Connected Home and SMB in FY 2020, with gross-margin improvement expected as U.S.-bound inventory would primarily avoid Section 301 tariffs.
  • Management expected service-provider revenue to average approximately $25 million per quarter in the first half of 2020. R&D expense was expected to rise in absolute dollars; sales and marketing expense was expected to be broadly in line with 2019.
  • Strategic priorities include WiFi 6, 5G, Pro-AV switching, cybersecurity and subscription services intended to build recurring revenue.
  • COVID-19 was identified as a developing risk to Greater China supply chains, component availability, manufacturing and demand. NETGEAR had shifted substantially all U.S.-bound production out of mainland China and planned to move the remaining portion in Q1 2020.
  • Other principal risks include intense competition and pricing pressure, dependence on a limited number of large customers and suppliers, component shortages, tariffs and foreign-exchange exposure, product-security and privacy issues, and volatile service-provider orders. Two customers each represented 16% of FY 2019 revenue.
  • The filing describes patent and securities litigation, including claims related to Arlo’s IPO, as well as Italian tax litigation. Management stated that it could not reasonably estimate financial impacts for several matters; it did not believe existing claims were likely to materially affect financial position within the following 12 months.
  • There were $85.3 million of non-cancelable supplier purchase commitments, $17.4 million of other non-trade commitments, and $37.8 million of operating lease payments. The filing reports no off-balance-sheet arrangements.
  • The independent auditor issued unqualified opinions on the financial statements and internal control over financial reporting. Excess and obsolete inventory estimation was identified as a critical audit matter; the 2019 provision was $3.9 million.

Investor verification points

  • Check whether FY 2020 growth and tariff-related margin expectations were achieved, and how much margin improvement depended on production relocation.
  • Track Connected Home demand, SMB contribution margins, customer concentration and service-provider revenue against management’s outlook.
  • Assess the quality and sustainability of operating cash flow, working-capital needs, inventory valuation and the impact of continued repurchases on liquidity.
  • Review subsequent developments in COVID-19-related supply disruptions, patent and Arlo-related litigation, and Italian tax proceedings.
