NXP Semiconductors N.V. — 2016 Form 20-F Summary
Reporting period: Fiscal year ended December 31, 2016. This is an annual report, not a standalone fourth-quarter filing; quarterly results are not clearly provided in the filing text. Filed March 3, 2017. Financial statements use U.S. GAAP and are audited by KPMG, which issued an unqualified opinion.
Business context and reporting period
NXP designs and sells semiconductor products and solutions for automotive, identification, connected devices, communications infrastructure, industrial, consumer and other markets. The principal reporting segments were High Performance Mixed Signal (HPMS) and Standard Products (SP). 2016 results include Freescale for the full year, but 2015 includes Freescale only from its December 7, 2015 acquisition date, limiting year-over-year comparability.

- Revenue increased 55.7%, principally reflecting the inclusion of Freescale for a full year in 2016. HPMS revenue rose 71.3% to $8.086 billion; SP revenue declined 1.7% to $1.220 billion.
- Gross margin declined 2.9 percentage points. Management attributed the HPMS pressure principally to Freescale purchase accounting, including a $448 million inventory charge and $209 million of additional depreciation on acquired property and equipment.
- Operating expenses rose to $4.228 billion, including $1.527 billion of acquisition-related intangible amortization and $68 million of restructuring charges. Acquisition-related amortization included an $89 million impairment of acquired in-process research and development.
- 2016 operating cash flow less capital expenditures was approximately $1.914 billion, calculated from the reported figures. Cash flow benefited from non-cash depreciation and amortization and a $568 million reduction in inventories.
- Year-end current assets were $5.398 billion and current liabilities were $2.433 billion. Reported working capital was $3.386 billion, calculated excluding short-term debt. The $600 million revolving facility was undrawn; reported available liquidity, including cash and facility availability, was $2.494 billion.
Material changes and unusual items
- 2015 operating income included $1.257 billion of gains from the sale of the Bipolar Power and RF Power businesses; this significantly elevates the prior-year comparison. 2016 other income was only $9 million.
- Despite a pretax loss of $603 million, NXP reported an $851 million income tax benefit and $259 million of net income. The benefit included a $392 million fourth-quarter benefit associated with reducing deferred-tax valuation allowances, substantially based on the subsequent Standard Products divestiture. The 2016 effective tax rate was reported as a 141.1% benefit.
- On February 6, 2017, after year-end, NXP completed the sale of Standard Products for $2.75 billion in cash. The business was classified as held for sale at December 31, 2016, not as a discontinued operation.
- Following the divestiture, NXP announced prepayment of $2.211 billion of floating-rate term loans, plus accrued interest and fees, using sale proceeds. It also announced redemption of $500 million of 5.75% senior notes, funded from surplus cash. These were announced subsequent events, not completed at year-end.
- Net income attributable to stockholders was $200 million, distinct from consolidated net income of $259 million; the difference reflects $59 million attributable to non-controlling interests.
Outlook, transaction, risks and contingencies
- Qualcomm’s indirect subsidiary agreed to acquire NXP for $110 per share in cash, with estimated consideration of $38 billion. At the filing date, completion remained subject to regulatory approvals and other customary conditions; the offer required tenders of 80% of outstanding shares, potentially reducible to at least 70% with NXP’s consent. Management expected closing by the end of calendar 2017. Shareholders approved the related resolutions, with 95% of votes cast in favor.
- Termination payments under specified circumstances could be $1.25 billion from NXP or $2 billion from the buyer. The agreement also restricts certain actions before closing. No specific operating or earnings guidance for 2017 is clearly provided in the filing text.
- Management cited semiconductor cyclicality, pricing pressure, customer demand variability, competition and product-development execution, manufacturing and supplier disruption, integration and acquisition-related costs, and dependence on key customers and distributors as significant risks. Avnet accounted for 13% of 2016 revenue.
- Other exposures include substantial debt and variable-rate borrowings; foreign-exchange, tax and pension risks; goodwill and acquired intangibles; cybersecurity; environmental obligations; and litigation. A 100-basis-point LIBOR increase would have raised annual interest expense by an estimated $22 million at year-end, before the announced term-loan repayments.
- Legal proceedings accrued were approximately $22 million; the estimated reasonably possible exposure above accruals ranged from $0 to approximately $125 million. Environmental remediation liabilities were $84 million. The filing describes eight personal-injury lawsuits alleging birth defects associated with semiconductor clean-room exposure; potential damages are unspecified.
- Management concluded disclosure controls and internal control over financial reporting were effective as of December 31, 2016. The filing reported no material off-balance-sheet arrangements.
Most important facts for investors to verify
- Whether the Qualcomm transaction received required regulatory approvals, met tender conditions and closed, and whether any termination rights or fees were triggered.
- The completed Standard Products sale proceeds, related taxes and actual debt prepayments/redemption; compare these post-year-end actions with the year-end debt and liquidity position.
- How much of 2016 revenue growth and cash generation is sustainable after separating Freescale’s contribution, acquisition accounting effects, inventory movements and the divested business.
- The durability of underlying margins and earnings after the $448 million inventory purchase-accounting charge, acquired-asset amortization and one-time tax valuation-allowance benefits.
- Updates to the personal-injury and other litigation exposures, environmental remediation estimates, deferred-tax asset recoverability and goodwill/intangible impairment assessments.
