Material Changes Versus Prior Periods

  • Loans declined $17.4 million from year-end 2011, primarily due to prepayments and sales of newly originated 30-year fixed-rate one-to-four-family loans.
  • Investment and mortgage-backed securities increased $38.2 million to $568.4 million as cash was redeployed into securities.
  • Deposits increased $33.9 million, driven by a $67.2 million increase in core deposits partly offset by a $33.3 million decline in time deposits.
  • The net interest margin contracted 27 basis points in Q3 and 22 basis points for the nine months, reflecting lower loan and mortgage-backed-security yields and a shift toward lower-yielding securities.
  • The provision for loan losses decreased to $1.4 million in Q3 and $4.8 million for the nine months, compared with $1.9 million and $5.8 million in 2011. However, nine-month net charge-offs increased to $4.7 million from $2.5 million.
  • Non-performing loans decreased $2.8 million from year-end 2011 to $41.2 million, while OREO increased to $3.6 million from $2.0 million. The allowance for loan losses was $18.3 million, or 1.17% of total loans.

Outlook, Risks, Contingencies, and Unusual Items

Management expected the low-interest-rate environment to continue beyond 2012, with the Federal Reserve indicating rates could remain at current levels through mid-2015. Management therefore anticipated continued pressure on net interest margin. Refinance activity, loan prepayments, asset mix changes, economic weakness, elevated unemployment, and depressed housing values remained significant operating factors.

At September 30, 2012, commitments to originate loans totaled $78.2 million, unused lines of credit totaled $232.8 million, and commitments to sell loans totaled $18.1 million. Debt obligations totaled $324.6 million, including $133.1 million due within one year. Management stated that liquidity was sufficient for current commitments and that stress testing indicated significant liquidity under the scenarios evaluated.

The Company disclosed that its ability to pay holding-company dividends depends substantially on capital distributions from the Bank. Regulatory restrictions on those distributions could impair the Company’s ability to maintain dividends or meet debt obligations. The Board declared a quarterly dividend of $0.12 per share payable November 9, 2012.

On October 29 and 30, 2012, Hurricane Sandy caused unprecedented damage in the Company’s market area. The filing stated that the effects could increase borrower repayment problems, collateral losses, non-performing loans, and loan losses, although the impact could not yet be determined. All Bank branches were operating as of November 5, 2012.

Other risks include real estate valuation declines, interest-rate movements, credit quality, deposit flows, competition, regulatory and legislative changes, loan repurchase claims, and the Company’s exposure to corporate securities with unrealized losses. Management classified the $13.3 million unrealized loss on corporate debt securities as temporary impairment, citing continued interest payments and issuer capital positions.
