Net interest margin3.54%3.55% in Q3 2015; 3.57% in Q2 2016
  • For the first nine months, net interest income was $78.2 million versus $71.7 million; net income was $23.7 million versus $8.4 million; and diluted EPS was $1.31 versus $0.47. The 2015 comparison included NB&T acquisition activity and related expenses.
  • Nine-month operating cash flow was $42.2 million. Investing activities used $107.0 million and financing activities provided $61.6 million; cash and cash equivalents declined $3.3 million to $67.8 million.
  • At September 30, total assets were $3.36 billion, up $104.6 million from year-end 2015. Loans were $2.17 billion, deposits $2.58 billion, total borrowings $310.4 million and stockholders’ equity $440.6 million.
  • Loan growth included increases in consumer and commercial and industrial lending. Non-interest-bearing deposits were 29% of deposits; management noted that a large customer temporarily held an above-normal balance at quarter-end.
  • Reported capital ratios included 13.04% Common Equity Tier 1, 14.24% total risk-based capital and 9.71% leverage. Liquidity assets were $145.0 million, above the company’s $74.2 million policy minimum; an additional $73.4 million of unpledged securities was available.
  • Asset quality: nonperforming loans were 1.08% of loans and nonperforming assets 0.72% of assets, versus 0.94% and 0.62%, respectively, at year-end 2015. The allowance was 77.50% of nonperforming loans. Quarterly nonaccrual loan growth was attributed primarily to two commercial real estate loans.

Material changes and unusual items

  • Year-to-date provision for loan losses declined to $2.8 million from $6.9 million. Q3 provision was $1.1 million versus $5.8 million a year earlier; management attributed current-period provisioning mainly to loan growth and the prior-year quarter’s specific reserve for a commercial relationship later charged off.
  • Nine-month non-interest expense fell to $79.6 million from $87.8 million, principally because 2015 included NB&T acquisition costs. Q3 expenses rose year over year to $26.8 million, including higher incentive compensation and professional fees.
  • Peoples recorded a $707,000 debt-extinguishment loss in Q2 while restructuring borrowings, and a $767,000 gain on securities sales in Q2. Q3 included a $225,000 loss on other items related to a tax-investment write-down.
  • Loans grew $96.8 million from year-end and deposits grew $39.5 million. Total borrowings increased $36.3 million. The allowance for loan losses increased to $18.2 million from $16.8 million at year-end.

Outlook, risks and contingencies

  • No specific earnings or revenue guidance is provided. Management estimated a 2016 effective tax rate of 30%–32% and continued to target an efficiency ratio of 65% excluding acquisition-related and other non-core charges.
  • A core banking system upgrade was planned for Q4 2016. Estimated full-year one-time costs were approximately $1.4 million; $513,000 had been recorded in Q2 and Q3, with the remainder expected in Q4. Management cited future growth support and back-office efficiencies, while warning that conversion complications could cause customer loss, operational issues or unanticipated costs.
  • Management said the balance sheet was positioned to benefit from parallel interest-rate increases, but noted that nonparallel rate movements could offset benefits. Three cash-flow-hedge swaps have $30 million notional value and are expected to align with replacement funding beginning in 2018. Their accounting treatment could change if hedge effectiveness differs from expectations; $8.7 million of collateral had been posted against derivative obligations.
  • Other stated risks include loan-credit deterioration, competition, economic and regulatory changes, funding and liquidity, acquisition integration, cybersecurity and the uncertainty surrounding the U.K.’s exit from the EU. Management believed pending legal matters would not materially affect the company; it could not predict their ultimate outcomes.
  • Off-balance-sheet loan commitments were $452.0 million and standby letters of credit were $27.1 million. Management did not expect these activities to materially affect future results or financial condition.

Important facts for investors to verify

  • Whether loan growth, particularly indirect consumer and commercial lending, continues without deterioration in delinquencies, nonaccruals or charge-offs.
  • Whether quarter-end deposit growth from a large commercial customer persists, and how deposit mix and funding costs evolve.
  • Actual costs and execution results of the planned core-system conversion, including any customer, operational or expense impacts.
  • Whether capital and liquidity remain adequate as lending grows and borrowings mature or are repriced; review debt covenants and the 2018 maturity concentration.
  • How interest-rate movements affect net interest margin, securities values and the effectiveness and accounting of the $30 million cash-flow hedges.
  • Whether the reported improvement in earnings and efficiency reflects sustainable operating performance after acquisition-related and other unusual items.
