Pegasystems Inc. — Q1 2024 Form 10-Q
Reporting period: Three months ended March 31, 2024; comparative period is Q1 2023. Unaudited consolidated results. Unless noted, financial figures are in U.S. dollars.
Business context
Pegasystems develops and sells enterprise software for workflow automation and AI-powered decisioning, including hosted Pega Cloud services, licenses, maintenance, and consulting. Revenue was nearly flat year over year, while the mix continued shifting toward subscription services and cloud.
Financial performance
| Metric | Q1 2024 | Q1 2023 |
|---|---|---|
| Revenue | $330.1 million | $325.5 million |
| Gross profit / margin | $235.5 million / 71% | $227.5 million / 70% |
| Operating loss | $20.4 million | $22.2 million |
| Net loss | $12.1 million | $20.8 million |
| Diluted loss per share | $0.14 | $0.25 |
| Cash from operating activities | $180.1 million | $68.1 million |
| Free cash flow (non-GAAP) | $179.5 million | $56.6 million |
Revenue increased 1%. Pega Cloud revenue rose 21% to $130.9 million; subscription services increased 13% to $211.9 million. Subscription license revenue declined 25% to $63.3 million, primarily reflecting a large multi-year contract recognized in Q1 2023. Consulting revenue grew 2% to $54.0 million. Gross margin improved to 71% from 70%, with management attributing Pega Cloud margin improvement principally to hosting and workforce cost efficiencies as the business scaled. Consulting remained loss-making at the gross-profit level, but its loss narrowed.
Operating expenses rose to $255.9 million from $249.7 million, including a $32.4 million litigation-settlement expense net of expected insurance recoveries. Selling and marketing expense fell 15%, primarily due to lower compensation following go-to-market workforce reductions. Research and development expense decreased 4%. Interest income increased to $5.3 million, while other income declined to $1.7 million, partly because Q1 2023 included venture-investment gains and a gain on note repurchases.
Cash, liquidity, debt, and other metrics
- Cash, cash equivalents, and marketable securities totaled $618.9 million at quarter-end, up from $423.3 million at December 31, 2023. Including restricted cash, the reported total was $622.7 million.
- Current assets were $1,059.6 million and current liabilities $1,044.3 million. Accounts receivable and unbilled receivables together were $435.3 million; one client represented 11% of total receivables.
- Operating cash flow included a $136.7 million positive contribution from changes in operating assets and liabilities. Management attributed the year-over-year increase in operating cash flow mainly to client collections and cost-efficiency initiatives; the filing does not establish that this working-capital contribution is recurring.
- Convertible senior notes had $502.3 million principal outstanding, due March 1, 2025, with a 0.75% coupon. Their $500.0 million net carrying value was classified as current at March 31, 2024. No cash borrowings were outstanding under the $100 million revolving facility; $27.3 million of letters of credit reduced capacity.
- Annual contract value was $1.273 billion, up 9% year over year (9% on a constant-currency basis). Remaining performance obligations, termed backlog by the company, were $1.425 billion, up 9% (also 9% constant currency).
Material changes, outlook, and risks
- Management said current cash, securities, operating cash flow, borrowing capacity, and access to capital markets should be sufficient for operations, the 2025 notes, repurchases, and dividends for at least the next 12 months. The filing provides no quantified revenue or earnings guidance.
- The company recorded a $35 million accrual for a proposed securities class-action settlement; the related Q1 income-statement charge was $32.4 million net of expected insurance recovery. The settlement remained subject to court approval after the quarter. Actual losses could exceed the accrual if it is not approved.
- In the separate Appian trade-secret case, a Virginia trial-court judgment of approximately $2.06 billion remains under appeal and was suspended during the appeal. Pegasystems said it could not reasonably estimate possible damages; the appellate outcome and timing remain uncertain. A $25 million letter of credit secures the judgment.
- The company also disclosed derivative litigation and an SEC inquiry concerning, among other matters, accounting treatment of the Appian litigation; it said it is cooperating with the SEC.
- On April 23, 2024, after quarter-end, Pegasystems amended its revolving facility to extend its expiration to February 4, 2025, and extended the existing $60 million share-repurchase program through June 30, 2025. The board may modify or terminate the quarterly $0.03-per-share dividend.
- Other identified risks include foreign-exchange exposure, client demand and retention, reliance on third-party hosting providers and key personnel, cybersecurity and intellectual-property claims, debt covenant compliance, and execution of growth plans. Management reported disclosure controls were effective as of March 31, 2024, with no material change in internal control over financial reporting during the quarter.
