Sales growth was driven chiefly by higher unit volume, particularly spark-ignited and heavy-duty power systems; management attributed about $13.5 million of the year-over-year increase to volume. Gross margin improved with product mix and higher production throughput. Operating expenses rose to $8.409 million from $6.089 million, with research and development and engineering increasing 103.2% to $3.598 million as staffing and product-development work expanded, including on-road applications.

Net income turned positive primarily alongside a substantial swing in private-placement warrant accounting: the company recorded $0.233 million of warrant income in Q1 2014 versus $4.846 million of warrant expense in Q1 2013. The warrants are a Level 3 liability valued using the Black-Scholes model; their valuation is sensitive to the share price and other assumptions. Interest expense declined to $0.099 million from $0.194 million.

Liquidity, balance sheet and cash flow

  • Cash was $3.649 million. Working capital was $87.402 million, up $9.781 million from year-end; current assets were $125.582 million and current liabilities $38.180 million.
  • Inventory increased $12.762 million from year-end to $68.748 million, while accounts receivable rose $6.178 million to $48.908 million. Management cited business growth, strategic engine-block purchases and higher sales.
  • Operating cash use of $10.622 million reflected working-capital investment: cash use from receivables and inventory was partly offset by higher accounts payable. Net borrowings on the revolving line provided $8.226 million; warrant exercises provided a further $0.523 million.
  • Revolving credit borrowings were $26.159 million at March 31, 2014, with $48.8 million reported as unused and available under the then-$75 million facility. The line is secured by substantially all tangible and intangible assets other than real estate.
  • The April 1, 2014 credit amendment increased the revolver limit to $90 million and added a $5 million term loan, payable in 36 equal installments beginning June 1, 2014. While the term loan is outstanding, covenants require a fixed-charge coverage ratio of at least 1.20:1 and debt leverage no greater than 4.0:1. Immediately after the acquisition, revolving borrowings were approximately $66.6 million and remaining availability approximately $19.3 million.
  • Separate from bank borrowings, the balance sheet reported a $22.066 million private-placement warrant liability. Total liabilities were $87.560 million.

Material developments, outlook and risks

  • On April 1, 2014, after quarter-end, the company acquired Professional Power Products, Inc. for $46 million in initial cash consideration, plus contingent consideration of $5 million to $15 million based on 2014 operating results, payable in company shares using a $76.02 per-share value. Purchase accounting was not complete, and the filing did not provide pro forma financial information.
  • Management said existing cash generation and borrowing access were expected to meet working-capital and capital-expenditure needs for at least the next 12 months, subject to forecasts and assumptions. It anticipated higher 2014 interest expense following acquisition financing. No specific revenue or earnings guidance was provided.
  • Management identified acquisition integration, increased debt and reduced borrowing capacity as risks. Other disclosed risks include customer and supplier concentration, demand and product-mix variability, inventory exposure, competition, regulation and execution of product-development plans. The company has committed up to $1.2 million to an Asian-market joint venture; $0.5 million had been contributed by year-end 2013, and manufacturing was scheduled to begin in 2014.
  • Legal proceedings arose in the normal course of business; management did not expect currently pending matters, individually or in aggregate, to materially affect results, financial condition or cash flows. The filing reported no material changes to previously disclosed risk factors other than an expanded acquisition- and joint-venture risk discussion.
  • Disclosure controls and procedures were assessed as effective at quarter-end; no material change in internal control over financial reporting was reported. The company reported no material off-balance-sheet arrangements.

Key facts for investors to verify

  • Post-acquisition debt, borrowing-base availability and compliance with the amended credit agreement’s covenants.
  • PPPI’s operating contribution, integration progress, final purchase accounting and potential contingent share consideration.
  • Whether elevated inventory and receivables convert into sales and cash, given the quarter’s substantial operating cash outflow.
  • The warrant liability’s valuation assumptions and resulting earnings volatility, as well as potential dilution from warrants and equity awards.
  • Exposure to major OEM customers and suppliers, and the company’s ability to sustain volume growth and product-development spending.
