Cost of revenue increased 35% in Q3 and 41% for the first nine months, primarily from higher data-center costs, depreciation and amortization, support costs and personnel. Management attributed the gross-margin decline primarily to the timing of infrastructure investments. Operating expenses increased 19% in Q3 and 26% year to date, reflecting higher headcount, facilities, marketing, professional services and stock-based compensation.

Q3 other expense was $4.9 million, compared with $0.3 million of other income in the prior-year quarter. The change primarily reflected a $6.4 million impairment of an equity investment and currency fluctuations. The effective tax rate was 30% in Q3 and 23% for the first nine months, versus 6% and 9%, respectively, in the comparable periods.

Liquidity, cash flow and capital resources

  • September 30, 2022 cash and cash equivalents were $52.2 million, down from $82.5 million at December 31, 2021.
  • Marketable securities were $113.9 million, bringing cash, cash equivalents and marketable securities to $166.1 million.
  • Net working capital was $179.3 million.
  • Nine-month investing cash outflow was $101.6 million, including $27.0 million for property and equipment, $9.6 million for capitalized software, $28.1 million for the Martin acquisition and a net $36.9 million increase in marketable-securities investments.
  • Nine-month financing cash inflow was $3.4 million, primarily from the employee stock purchase plan and option exercises.
  • The company had no borrowings under its existing revolving facility at September 30, 2022 and was in compliance with its covenants.
  • Lease liabilities totaled $28.9 million on a present-value basis; undiscounted operating and finance lease payments totaled $31.2 million.

Management stated that existing cash, marketable securities, expected operating cash flow and available credit should fund working-capital requirements for at least the next twelve months, subject to operating performance and macroeconomic conditions.

Material changes and unusual items

  • On September 16, 2022, PubMatic acquired ConsultMates, Inc., doing business as Martin, for $30.8 million. The acquisition added developed-technology and customer-relationship intangibles totaling $8.9 million and $23.6 million of goodwill. Acquisition-related costs were $0.9 million; post-acquisition cash compensation arrangements for certain employees total $14.2 million over three years and are excluded from purchase price.
  • The company recorded a $6.4 million impairment charge on an equity investment after the issuer’s shares were no longer publicly quoted.
  • Stock-based compensation was $4.7 million in Q3 and $15.2 million for the first nine months, compared with $3.7 million and $10.5 million in the comparable periods.
  • On October 17, 2022, after quarter-end, PubMatic replaced its prior facility with a $110 million senior secured revolving credit facility maturing October 17, 2027. The agreement includes a $25 million letter-of-credit subfacility, a $25 million swingline subfacility and potential incremental commitments of up to $90 million, subject to conditions.

Outlook, management commentary and risks

  • Management expected revenue to continue growing through the remainder of 2022, with mobile and omnichannel video, including OTT/CTV, identified as primary growth drivers.
  • Management expected cost of revenue, technology and development, sales and marketing, and general and administrative expenses to increase in absolute dollars during 2022.
  • Advertising seasonality is expected to support stronger fourth-quarter demand and lower first-quarter demand, although macroeconomic conditions may affect spending.
  • Management reported no material adverse impact from COVID-19, inflation, rising interest rates or foreign-exchange movements as of the filing, but continued to monitor these risks.
  • Key risks include dependence on overall advertising demand, major publishers and demand-side platforms, pricing and take-rate pressure, customer concentration, infrastructure scaling, platform outages and cybersecurity, fraud and malware, privacy regulation and cookie or mobile-identifier restrictions, international operations, acquisition integration, and competition from larger advertising-technology companies.
  • Two buyers represented 36% and 14% of accounts receivable at September 30, 2022. One publisher represented 13% of Q3 and nine-month revenue.
  • The filing states that no pending legal proceedings were expected to have a material adverse effect, although ordinary-course claims and indemnification obligations remain possible.

Most important facts for investors to verify

  • Whether revenue growth can offset continued infrastructure spending and restore gross margins toward prior levels.
  • The recurring versus nonrecurring components of the $6.4 million investment impairment and the effect of acquisition-related compensation on future earnings.
  • Martin’s contribution, integration progress, retention of key personnel and realization of expected synergies.
  • Actual borrowing, interest expense, covenant compliance and collateral requirements under the new $110 million credit facility.
  • Concentration and payment risk involving major publishers, buyers and demand-side platforms, including accounts-receivable exposure.
  • The effect of privacy regulation, deprecation of cookies and mobile identifiers, and changes in consumer consent requirements on addressability, monetization and revenue retention.
  • The filing presents differing publisher footprint figures in its disclosures; investors should reconcile the stated totals for domains and apps.
