Revenue growth of 5.1% was driven primarily by a $15.0 million one-time payment under an intellectual-property agreement with Microsoft. Product revenue fell 8.3% to $86.0 million; service revenue rose 1.1% to $36.5 million; royalty revenue increased to $25.5 million from $11.0 million. Product gross margin was 31.6%, service gross margin 47.3%, and royalty revenue carried a 100% gross margin. The overall gross-margin increase chiefly reflects the royalty payment.
Operating expenses were $64.1 million, down 8.1% year over year, including $2.6 million of restructuring charges. Interest expense increased to $2.4 million from $1.8 million, primarily following the refinancing of revolving debt with 4.50% convertible notes. Income-tax provision was $0.4 million; Quantum maintained a full valuation allowance against its U.S. net deferred tax assets.
At June 30, 2013, cash and cash equivalents were $76.7 million and restricted cash was $3.1 million. Current assets were $262.7 million and current liabilities $182.2 million. Debt consisted of $205.0 million of convertible subordinated notes; there were no borrowings under the revolving credit facility, which provides access to the lesser of $55 million or the borrowing base. Stockholders’ deficit was $77.3 million. Capital expenditures were $1.2 million, primarily for IT, ERP-upgrade and engineering equipment.
Material changes and unusual items
- Branded product revenue declined 7%; OEM product revenue declined 13%. Enterprise disk sales and tape automation were weaker, while midrange disk systems and StorNext appliances showed growth.
- Operating expenses fell by $5.7 million, reflecting cost controls and lower staffing, among other factors. Restructuring actions included outsourcing manufacturing and consolidating production and service activities; accrued restructuring costs were $5.8 million at quarter-end.
- Quantum revised prior-period financial information for historical errors involving estimated customer price-adjustment allowances and sales commissions, along with previously identified items. It said the errors were not material to previously issued statements, but recording the cumulative correction entirely in this quarter would have reduced net income by $2.2 million. Revisions were reflected in the filing; the company reported no effect on prior-period cash flows or diluted earnings per share.
- Cash from operations improved from the prior-year use of cash. In the current quarter, a $10.6 million decrease in receivables was partly offset by a $12.4 million decrease in accounts payable.
Outlook, risks and contingencies
Management stated that existing cash and capital resources were expected to fund planned expenditures, debt service, contractual obligations and operations for at least 12 months. This assessment depended on achieving gross-margin projections and controlling operating expenses; the filing provides no numerical revenue or earnings guidance. Management also cautioned that sustained profitability and operating cash flow were not assured.
Key risks include dependence on tape technology and a limited number of products, customers and channel partners; competition and technology shifts; uncertain demand and large-order timing; royalty variability; supplier and outsourcing risks; and debt-service and covenant constraints. The $205 million notes comprise $135 million of 3.50% notes due November 2015 and $70 million of 4.50% notes due November 2017. The credit facility matures March 2017, or August 2015 if the 3.50% notes remain outstanding; Quantum reported compliance with covenants.
In litigation, Quantum said it did not believe there was a reasonable possibility of material damages in Overland’s patent case against it; Quantum also has separate patent claims against Overland. In the CTS case, the district court held the asserted claims invalid and dismissed the case with prejudice; CTS appealed in July 2013. Management reported disclosure controls were effective at quarter-end.
Most important facts for investors to verify
- Whether revenue and profitability can be sustained without the one-time $15.0 million royalty payment, given declines in product sales.
- Cash generation, working-capital movements and access to the revolving facility, including borrowing-base availability and covenant compliance.
- Debt repayment and refinancing requirements, especially the 2015 maturity implications of the 3.50% notes.
- The effects of the historical financial-statement revisions and whether any further adjustments are required.
- Progress and costs of restructuring, and outcomes of the Overland and CTS litigation and appeal.
