Material changes and management commentary
- Q3 net income declined $0.12, or about 9.7%, year over year; nine-month net income increased $0.13, or about 3.8%.
- Net interest income rose modestly in both comparisons as average loan balances grew. However, net interest margin contracted, and management cited lower loan yields in the low-rate environment and higher deposit costs.
- Nine-month noninterest income increased $0.81, mainly from higher gains on loan sales and mortgage servicing income. Q3 noninterest income fell $0.17, including lower service charges and an unfavorable mortgage-servicing-rights fair-value change.
- Noninterest expense rose 4.5% for Q3 and 9.4% for nine months. Management cited higher staffing, regulatory assessments and occupancy costs; Q3 data-processing costs were lower than the prior-year quarter, which included branch-acquisition and conversion expenses.
- Loans grew 1.3% from year-end, with increases in one-to-four-family, construction and land, consumer, and commercial business lending partly offset by declines in home equity and commercial/multifamily loans. Deposits increased 2.9%; the company said it continued to emphasize lower-cost core deposits. FHLB borrowings declined $6.5.
- Nonperforming loans fell to $2.1 from $3.8 at year-end, primarily because a nonperforming troubled-debt-restructured loan was paid off. Nonaccrual loans nevertheless increased to $1.6 from $1.5. The allowance increased to $4.7; management attributed higher specific reserves partly to a revised collateral-based valuation on a commercial real estate loan.
Outlook, risks and unusual items
The filing provides no specific earnings or other financial guidance. Management said it believed liquidity was adequate and expected most certificates of deposit maturing within a year to remain with the bank. Available borrowing capacity included $109.4 of FHLB capacity, $25.9 through the Federal Reserve discount window, and $2.0 and $9.0 through two Fed Funds lines. The company disclosed $91.9 of certificates maturing within one year and $61.0 of outstanding loan commitments in its liquidity discussion.
A separate off-balance-sheet commitment table reports total loan commitments of $65.786, including $4.749 of residential mortgage commitments, $41.015 of undisbursed loans, $19.837 of unused lines, and $0.185 of letters of credit. The difference from the $61.0 liquidity-discussion figure is not reconciled in the filing text and should be verified.
Key risks identified include changes in interest rates and economic conditions; loan delinquencies, losses and allowance estimates; real estate values and loan demand; deposit retention and cost-effective funding; loan-sale market conditions; regulatory requirements and examinations; operating costs; fair-value estimates, including mortgage servicing rights; cybersecurity and third-party service-provider risks; and litigation. Management reported no material change in market risk and no material adverse effect expected from ordinary-course legal proceedings. A $0.06-per-share quarterly dividend was declared October 29, payable November 24, 2015. The company repurchased $1.261 of stock during the first nine months, but none in Q3.
Important facts for investors to verify
- Reconcile the $61.0 liquidity-discussion loan commitment figure with the $65.786 commitment-table total.
- Track net interest margin and deposit pricing against loan yields; the margin was lower year over year despite higher net interest income.
- Review the commercial real estate collateral valuation change, the allowance methodology, and movements in nonaccrual and nonperforming loans.
- Assess liquidity against deposit maturities and commitments, including the company’s reliance on FHLB and other borrowing capacity.
- Monitor mortgage servicing rights, whose fair value depends on assumptions such as prepayment speeds and discount rates, and confirm capital and dividend capacity under applicable regulatory requirements.
