SEMTECH CORP annual report, FY2024

Semtech Corporation (Nasdaq: SMTC) — FY2024 Form 10-K

Reporting period: Fiscal year ended January 28, 2024 (52 weeks); comparisons are with the fiscal year ended January 29, 2023. This is an annual filing, not a standalone fourth-quarter report.

Business context

Semtech designs and sells analog and mixed-signal semiconductors and IoT systems and connectivity services, primarily for infrastructure, high-end consumer and industrial markets. The fiscal-year results include Sierra Wireless, acquired in January 2023. The company reports four segments: Signal Integrity, Analog Mixed Signal and Wireless, IoT Systems, and IoT Connected Services.

Management reported $282.2 million of available undrawn revolving-credit capacity at year-end, subject to leverage limits and other conditions. Current assets were $534.2 million and current liabilities were $217.2 million.

Changes versus the prior year

  • Sales increased 15%, principally because Sierra Wireless contributed $431.5 million of revenue. Softer demand reduced sales in the legacy businesses: infrastructure sales fell 43% and high-end consumer sales fell 21%; industrial sales rose 86%, largely from the acquisition.
  • Gross margin declined 29.2 percentage points. Lower PON and LoRa-related demand, unfavorable product mix, pricing pressure and lower overhead absorption weighed on legacy segments; acquired-technology amortization and impairments also reduced gross profit.
  • Semtech recorded $755.6 million of goodwill impairment and $131.4 million of intangible-asset impairment, primarily reflecting lower earnings forecasts for Sierra Wireless-related businesses and macroeconomic conditions. These were non-cash charges.
  • Operating cash flow swung from $126.7 million provided to $93.9 million used. Cash decreased by $106.9 million during FY2024.
  • Interest expense rose substantially following acquisition-related borrowing and higher rates. Year-end total debt included $622.6 million of term loans, $215.0 million of revolver borrowings, $319.5 million of 2027 convertible notes and $250.0 million of 2028 convertible notes.

Liquidity, outlook and material risks

  • Management stated that cash, projected operating cash flow and available revolver capacity were expected to meet operating needs and obligations for at least 12 months from issuance of the financial statements. It also cautioned that weaker demand or inadequate cost actions could threaten future covenant compliance. No specific revenue or earnings guidance is provided in the supplied filing text.
  • Semtech was in compliance with its credit-agreement financial covenants at January 28, 2024. Amendments extended covenant relief through April 30, 2026; a minimum-liquidity covenant of $150 million applies through January 31, 2025. A covenant breach could trigger default and potential acceleration of debt.
  • The Sierra Wireless integration remains a key execution risk. Management cited delayed synergies and the possibility of further impairment if business conditions do not improve. Workforce reductions and other restructuring actions resulted in $24.6 million of FY2024 restructuring charges.
  • Macroeconomic and semiconductor-cycle uncertainty, elevated interest rates, channel inventories, price erosion, customer and distributor concentration, and dependence on outsourced suppliers are material operating risks. China represented 32% of FY2024 sales; authorized distributors represented 66%.
  • Management and the auditor identified material weaknesses in internal control over financial reporting, associated with Sierra Wireless integration, including journal-entry approvals and segregation of duties, VAT documentation, and evidence supporting inventory-reserve and forecast reviews. Management and the auditor concluded internal controls were ineffective at year-end; the auditor issued an adverse opinion on internal control. The auditor issued an unqualified opinion on the financial statements.
  • Other disclosed items include a settled Denso dispute involving Sierra Wireless and an unresolved Harman claim; the filing says the company cannot currently assess the likelihood or amount of possible loss for Harman. The Newbury Park environmental matter had a $1.5 million accrual at year-end, with estimated remaining probable costs of $1.5 million to $3.0 million.

Investor verification priorities

  1. Track quarterly sales, margins and cash conversion in legacy semiconductor businesses separately from acquired IoT operations.
  2. Review Sierra Wireless operating forecasts, remaining goodwill and intangible balances, and evidence that expected integration synergies are being realized.
  3. Monitor covenant headroom, the $150 million minimum-liquidity requirement, revolver availability and debt maturities, including the revolver tranche scheduled to mature in November 2024.
  4. Confirm remediation and independent testing of the disclosed internal-control weaknesses, and assess any effects on reporting reliability.
  5. Review customer and China exposure, inventory reserves, distributor inventory and the status or financial impact of legal and environmental contingencies.
