Operating income was approximately 82% of revenue. General and administrative expense rose 72% to $0.669 million, primarily due to higher professional fees and stock-based compensation. Interest and other expense, net, was $0.034 million, including $0.189 million of interest expense on the credit facility. No finance receivables were considered impaired, and the company reported no non-performing assets.
Changes and drivers
- Revenue increased substantially year over year, reflecting the expanded investment portfolio and $1.503 million of equity-method income from Holmdel; the comparable quarter had no such income. Finance-receivable interest income was $2.031 million, versus $0.374 million a year earlier.
- The filing reports $1.503 million of Holmdel equity-method income, including $0.801 million attributable to non-controlling interests. SWK received $1.976 million in related cash distributions and distributed $1.055 million to non-controlling holders.
- SWK funded additional investments, including a $10 million share of the $25 million Parnell loan and a $2 million additional draw under the Tribute loan. Finance receivables increased by about $12 million during the quarter.
- Cash fell by $3.797 million, principally reflecting investment deployment; $6 million of credit-facility proceeds partly offset investment outflows and distributions to non-controlling interests.
Debt, liquidity, outlook and risks
- The $11 million credit-facility balance is owed to an affiliate of a stockholder. It bears interest at LIBOR plus 6.50% (6.73% at March 31, 2014), matures in September 2017, and is secured by substantially all company assets. The facility permits draws up to $30 million subject to conditions.
- Management said that, as of May 14, 2014, SWK had completed nine transactions under its revised strategy and expected income from existing assets to exceed 2014 operating expenses. It said future opportunities could add income, but timing and completion are uncertain; no quantified earnings guidance was provided.
- Revenue was concentrated: three partner companies accounted for 73% of Q1 2014 revenue, compared with one partner accounting for 87% in Q1 2013. Credit performance, partner product sales and recoveries therefore matter to results.
- SWK held approximately $433 million of federal net operating loss carryforwards, with most due to expire by 2021. Their use is uncertain and may be limited by ownership-change rules. The company reported a $9.097 million net deferred tax asset at quarter-end.
- Other notable risks include investment and interest-rate exposure, Level 3 valuations for certain warrants and finance receivables, and execution risk in the newer specialty-finance strategy. Management stated that disclosure controls were effective, there were no material changes in internal control, and no legal proceedings were expected to have a material effect. No off-balance-sheet arrangements were reported.
Important facts for investors to verify
- How much reported revenue and earnings are recurring cash interest or fees versus equity-method income, valuation changes and other noncash items.
- Borrower and product performance, particularly the concentrated partner revenue base, and the assumptions supporting the absence of impaired receivables.
- Liquidity after investment deployment, working-capital needs, and the terms, collateral and availability conditions of the related-party credit facility.
- Whether the nine transactions generate the cash returns and expense coverage management expected, and whether additional investments can be funded without undue leverage or dilution.
- The realizability and potential ownership-change limitations of the substantial NOL carryforwards and deferred tax assets.
