Business performance and changes
- Domain Services revenue was $240.7 million, versus $116.0 million, and accounted for 74% of total revenue, versus 61%. eNom contributed $110.8 million of revenue and $5.1 million of net income after acquisition.
- Network Access Services revenue increased to $88.7 million from $73.8 million. Ting Mobile ended 2017 with approximately 172,000 subscribers and 283,000 devices under management, compared with 151,000 and 245,000, respectively, at 2016 year-end.
- Domain registrations provisioned rose to 19.4 million from 10.0 million, primarily due to eNom. Total domains under management were 27.7 million at year-end, before the subsequent Namecheap transfer.
- Cost of revenue increased 93% to $244.9 million, faster than revenue. Management cited acquisition scale, network costs, and the recognition of acquired eNom deferred revenue at a fair value approximately 10% below its historical basis as contributors to weaker gross margins.
- Net income growth should be considered alongside lower pretax income ($24.1 million versus $25.1 million) and the lower effective tax rate (7.3% versus 36.0%). FY2017 tax expense included a net $5.8 million benefit from U.S. tax reform and a $2.8 million benefit from the adoption of stock-compensation accounting guidance.
- In the fourth quarter of 2017, revenue was $90.6 million, gross profit $25.7 million, and net income $11.2 million, compared with $48.8 million, $16.4 million, and $2.8 million, respectively, in Q4 2016.
Liquidity, outlook, risks, and unusual items
- Operating cash flow was $31.9 million; capital expenditures were $12.9 million, primarily for fiber expansion. Management said operating cash flow should cover anticipated working capital, capital expenditure, and loan repayment needs for at least the next 12 months, while noting financing may be needed for faster growth or acquisitions.
- The amended credit facility provided up to $140 million; year-end debt was $76.9 million. The facility is secured by substantially all personal property and assets and includes leverage and fixed-charge covenants. Tucows reported compliance with all covenants at December 31, 2017. A 1% adverse interest-rate change was estimated to add about $0.8 million to annual interest expense at the year-end loan balance.
- Management expected 2018 sales and marketing, technical operations and development, and general and administrative expenses to increase in absolute dollars. Fiber capital expenditures were expected to increase significantly, including builds in Sandpoint, Idaho, and Centennial, Colorado. No quantified revenue or earnings guidance was provided.
- In January 2018, Tucows completed the court-ordered transfer of approximately 2.65 million domains to Namecheap. It expected to recognize $14.6 million of revenue and $14.5 million of related cost in Q1 2018 from previously deferred amounts. Namecheap also seeks damages in ongoing litigation; Tucows disputes the claims and intends to defend them.
- Other subsequent events: Tucows bought the remaining 10% of Ting Virginia for $1.2 million and approved a stock repurchase program of up to $40 million. The prior $40 million program made no open-market repurchases. The company paid no cash dividends in 2017 or 2016.
- Principal risks include intense mobile, broadband, and domain-services competition; Ting subscriber churn and dependence on mobile network operators; fiber investment returns; reseller retention and domain pricing; declining or volatile parked-page advertising; acquisition integration; cybersecurity, privacy, and GDPR compliance; foreign-exchange exposure; tax uncertainty; and debt service and covenant constraints.
- Auditors issued unqualified opinions on the consolidated financial statements and internal control over financial reporting. However, the ICFR audit and management assessment excluded eNom, which represented 34% of consolidated revenue and approximately 25% of year-end assets.
