Ultra Clean Holdings, Inc. annual report, FY2023

Ultra Clean Holdings, Inc. — FY2023 Form 10-K

Reporting period: Fiscal year ended December 29, 2023 (52 weeks). This is an annual report, not a standalone fourth-quarter filing. UCT supplies semiconductor manufacturing subsystems and components, and parts cleaning, coating, and analytical services through its Products and Services segments. Amounts below are in U.S. dollars.

Financial performance

MetricFY2023FY2022
Revenue$1,734.5 million$2,374.3 million
Gross profit / margin$277.3 million / 16.0%$465.0 million / 19.6%
Operating income / margin$35.2 million / 2.0%$120.4 million / 5.1%
Net income (loss), consolidated$(22.2) million$50.4 million
Net income (loss) attributable to UCT$(31.1) million; $(0.70) per diluted share$40.4 million; $0.88 per diluted share
Cash from operations$135.9 million$47.2 million
Cash and cash equivalents, year-end$307.0 million$358.8 million

Revenue fell 26.9% year over year: Products revenue declined 27.6% to $1,501.6 million and Services revenue declined 22.3% to $232.9 million. Management attributed the decline to weaker semiconductor demand amid macroeconomic and geopolitical factors. Lower factory utilization and fixed costs remaining in place as volumes fell contributed to margin compression. Interest expense increased to $48.8 million from $33.9 million, primarily because of higher interest rates.

Capital expenditures were $75.8 million, compared with $100.1 million in FY2022. Investing activities used $119.7 million, including $46.1 million for the HIS acquisition; financing activities used $69.9 million, including $38.6 million of debt repayment and $29.4 million of share repurchases.

Debt and liquidity

At year-end, gross debt was $485.3 million, including a $479.3 million U.S. term loan and $6.0 million of Fluid Solutions debt; reported debt net of unamortized issuance costs was $478.8 million. The term loan carried a 9.2% interest rate at year-end and matures in August 2025. Scheduled principal payments were $21.7 million in 2024 and $463.6 million in 2025. UCT had $146.1 million available under its U.S. revolver, with no revolving loans outstanding. Current assets were $893.2 million and current liabilities were $310.0 million.

Management stated cash and operating cash flow should be sufficient to service debt and meet working-capital and technology-development needs for at least the next 12 months. That assessment depends on demand, cash generation, capital needs, acquisitions, and compliance with credit-facility requirements.

Material developments, outlook, and risks

  • HIS acquisition: UCT acquired HIS Innovations Group on October 25, 2023, expanding its sub-fab products business. Preliminary consideration was $73.6 million, comprising $46.5 million initial cash and an estimated $27.1 million fair value for contingent consideration. Up to $70.0 million of additional cash may be payable based on performance through FY2025. Purchase accounting remained preliminary.
  • Customer concentration: Applied Materials and Lam Research together represented 57.4% of FY2023 revenue; Lam accounted for 34.0% and Applied Materials 23.4%. UCT generally has no minimum purchase commitments, leaving it exposed to order reductions, cancellations, and pricing pressure.
  • Covenants: UCT disclosed a revolving-facility covenant default as of June 30, 2023. A July 2023 amendment provided temporary covenant relief through the period ending December 31, 2024, subject to liquidity-related conditions. UCT reported compliance with all financial covenants at FY2023 year-end.
  • Internal controls: Management and the auditor concluded internal control over financial reporting was ineffective at December 29, 2023 because of material weaknesses, including deficiencies in entity-level controls, certain IT and segregation-of-duties controls, inventory valuation, data validation, and review of acquisition valuation assumptions. Remediation is underway and may continue beyond FY2024. The financial-statement audit opinion was unqualified; the auditor’s opinion on internal controls was adverse.
  • Outlook: The filing provides no quantified revenue or earnings guidance. Management expressed long-term optimism based on semiconductor demand drivers including cloud computing, AI, and increasingly complex devices. It also cautioned that semiconductor demand is cyclical and difficult to forecast.
  • Other risks and items: Risks include semiconductor-cycle volatility, supplier constraints (including a key supplier’s ransomware incident), U.S.–China export restrictions and trade tensions, global operating and currency exposure, acquisition integration, and inventory obsolescence. UCT recorded a $2.0 million loss from remeasurement of the HIS earn-out liability. It also corrected an immaterial FY2022 geographic-revenue disclosure error; the correction did not affect the financial statements.

Important facts for investors to verify

  • Whether demand and factory utilization recover sufficiently to improve margins after FY2023’s sharp revenue decline.
  • Progress in remediating material weaknesses, including whether controls are tested and deemed effective and whether additional weaknesses emerge.
  • Debt refinancing or repayment plans ahead of the August 2025 term-loan maturity, and compliance with amended covenant and liquidity conditions.
  • HIS performance against earn-out targets, the final purchase-price allocation, and integration results.
  • Order trends and commercial terms at Lam Research and Applied Materials, given their combined 57.4% revenue contribution.
  • Inventory valuation and demand assumptions: inventory was $374.5 million at year-end, and the auditor identified inventory valuation as a critical audit matter.
