Business context
Ultra Clean designs and manufactures semiconductor production tools, modules and subsystems, and provides outsourced parts cleaning, recoating and analytical services. It reports two segments: Semiconductor Products and Solutions (SPS) and Semiconductor Services Business (SSB). Acquisitions of Quantum Global Technologies (QGT, August 2018) and Dynamic Manufacturing Solutions (DMS, April 2019) expanded the services and weldment businesses. Comparisons are affected by QGT being included for only part of the 2018 comparative period and DMS being included only in 2019.

Q3 revenue rose 8.7% year over year, while nine-month revenue declined 7.1%. Q3 operating margin was approximately 3.2%, versus 0.4% a year earlier; nine-month operating margin was approximately 3.3%, versus 6.0%. Nine-month results included higher acquisition-related amortization and expenses, as well as substantially higher interest expense.
- Segments: Q3 SPS revenue was $200.0 million, down 5.4%; SSB revenue was $54.3 million, up 141.0%. Nine-month SPS revenue was $610.7 million, down 25.2%; SSB revenue was $169.2 million, compared with $22.5 million in the prior period. SSB growth primarily reflects the different length of QGT’s inclusion in the comparative periods. Q3 2019 included $11.1 million of DMS revenue; the nine-month period included $17.5 million.
- Cash flow: Nine-month operating cash flow was $89.1 million, versus $15.3 million. Inventory reductions generated $42.5 million of cash flow; capital expenditures were $12.7 million in the cash flow statement. Cash increased $14.5 million to $158.7 million.
- Liquidity and debt: At September 27, cash was $158.7 million and total bank borrowings were reported as $323.4 million gross of $10.2 million of unamortized debt costs. The balance sheet presents bank borrowings of $313.2 million net of those costs. U.S. revolver availability was $58.5 million; additional Czech facility availability was approximately $6.9 million. The current ratio was approximately 2.7.
- Balance sheet: Total assets were $992.9 million, compared with $965.5 million at year-end 2018. Inventories fell to $153.5 million from $186.1 million. Operating lease assets and liabilities were recognized following adoption of the lease accounting standard.
Material changes, outlook and risks
Management attributed SPS weakness to semiconductor capital-equipment softness, including excess memory inventory and slower investment in China; lower wafer output from IDM customers also affected services during the first half. Q3 consolidated gross margin improved, with management citing favorable SPS product mix; nine-month SPS margin declined because of lower-margin product mix. Management pointed to long-term semiconductor demand drivers, but gave no numerical revenue or earnings guidance. It expected existing cash and operating cash flow to cover debt service, working capital and technology-development needs for at least the next 12 months.
Q3 interest and other expense, net, was $3.5 million; nine-month expense was $15.2 million. Interest expense increased with the higher debt balance and rates following the QGT acquisition. Other income included a reduction in the fair value of the QGT contingent earn-out liability and business-interruption insurance proceeds related to a facility fire. The effective tax rate was unusually high: 81.4% for Q3 and 80.5% for the nine-month period; the company maintained a full valuation allowance on federal and state deferred tax assets.
Key risks include semiconductor-industry cyclicality and limited order visibility; customer concentration (Lam Research and Applied Materials together represented 61.9% of Q3 revenue and 60.9% for nine months); customer pricing leverage; integration of QGT and DMS; leverage and restrictive credit covenants; supply-chain and inventory exposure; and execution of the company-wide ERP implementation, expected to be fully in service by year-end 2020. The company reported compliance with debt covenants at quarter-end. It also disclosed $100.8 million of inventory purchase commitments and an $8.5 million Cinos share-purchase obligation. Management stated that ordinary-course legal proceedings were not expected to have a material adverse effect.
Important facts for investors to verify
- How much of the reported revenue and margin performance reflects underlying demand versus acquisition timing and acquired businesses.
- Whether SPS demand and margins stabilize amid semiconductor equipment-market softness, and how SSB performs on a comparable basis.
- Debt repayment capacity, interest-rate exposure, covenant headroom and liquidity needs, including acquisition earn-outs and Cinos obligations.
- Whether operating cash flow remains strong if inventory reductions do not recur, and whether inventory commitments align with customer demand.
- The drivers of the high effective tax rate and the potential effect of the full valuation allowance and foreign earnings.
- Progress and costs of ERP implementation, acquisition integration, and any material developments in customer concentration or facility-related claims.
