- Q3 sales fell 11.1% year over year, which management attributed primarily to lower semiconductor-related orders. Nine-month sales rose 13.3%, largely from higher volumes with existing customers at relatively constant prices.
- Q3 gross margin declined 2.3 percentage points. Management cited labor costs that could not be reduced as quickly as revenue fell and lower factory utilization. Nine-month gross margin was down 0.2 percentage points.
- Q3 operating income fell about 49%, and net income fell about 53%. Nine-month net income declined about 2% despite higher sales and operating income, in part alongside higher interest expense and income taxes.
- Cash and cash equivalents were $37.9m at September 30, 2011, versus $34.7m at year-end 2010. Current assets were $155.0m and current liabilities $41.5m, implying working capital of $113.5m.
- Total debt was $25.6m: $19.5m drawn on a $25.0m revolving facility and $6.1m on term loans. Cash exceeded debt by approximately $12.3m. The company reported compliance with bank covenants.
- Nine-month operating cash flow improved by $9.1m year over year. Receivables declined $6.9m, while accounts payable declined $19.0m; capital expenditures were $3.5m and debt and capital-lease principal payments were $3.1m.
Changes, outlook and risks
- The two largest customers generated 59% of nine-month sales (33% and 26%), down from 64% in the comparable 2010 period. The filing also reports three customers contributed 65% of sales for the nine months, underscoring customer concentration.
- U.S. sales for the first nine months were nearly flat at $294.6m versus $295.6m; export sales to Europe and Asia rose to $71.2m from $27.2m.
- Management expected sales to decrease in Q4 2011 because of softness in the semiconductor industry. It anticipated approximately $0.8m of capital expenditures for the remainder of 2011 and said cash, operating cash flow and available credit should cover needs for at least the next 12 months.
- The revolving facility matures December 2013; term loans mature January 2012 ($3.0m original loan) and October 2013 ($8.0m original loan). The $3.0m term-loan maturity is a near-term refinancing or repayment item. Borrowing rates were variable; management estimated a 100-basis-point rate increase would raise quarterly interest expense by about $64,000, before offsetting interest income.
- Inventory purchase commitments were $16.8m; remaining minimum lease payments were $12.6m. The filing says ordinary-course legal proceedings are not expected to materially affect financial condition or results.
- The company retained a full valuation allowance on U.S. deferred tax assets and a partial allowance on non-U.S. assets; the latter was $7.2m. Management expected U.S. operations to reach cumulative 12-quarter income by fiscal year-end 2011, but cited prior losses, earnings variability and industry softness as reasons the allowance had not been reduced.
- Key risks include semiconductor-industry cyclicality, customer concentration and order cancellations, supplier dependencies, pricing and margin pressure, ability to adjust costs and capacity, international operations and currency exposure, and debt covenants. Management reported disclosure controls were effective and no material change in internal control over financial reporting during the quarter.
Investor verification points
- Check subsequent results against management’s expectation of lower Q4 sales and assess whether margins recovered as production and costs adjusted.
- Review customer exposure, order trends and receivables concentration; significant customers represented 80% of receivables in aggregate at September 30, 2011.
- Verify repayment or refinancing of the $3.0m term loan due January 2012, revolver availability under its borrowing-base limits, and continued covenant compliance.
- Track operating cash conversion, particularly payables and other working-capital movements, alongside the planned capital spending and purchase commitments.
- Monitor the deferred-tax valuation allowance and whether the anticipated cumulative U.S. income milestone was achieved; the filing does not establish that the allowance would be released.
