Business-line sales rose 9.2% to $601.7 million, supported by demand for advanced remote controls, including voice-control and two-way RF features. Consumer-line sales declined 4.1% to $49.7 million, partly due to a weaker British pound. Lower-margin sales to certain large customers and manufacturing inefficiencies during the China factory transition pressured gross margin. SG&A also included transition severance, Ecolink operating costs and additional product-development payroll.

Fourth-quarter 2016 sales were $160.5 million versus $162.1 million a year earlier; operating income was $6.3 million versus $10.4 million, net income was $3.2 million versus $9.3 million, and diluted EPS was $0.22 versus $0.64.

Cash, debt and liquidity

  • Cash and cash equivalents were $50.6 million at year-end, down from $53.0 million; working capital was $108.3 million and the current ratio was 1.5.
  • Cash provided by operations was $49.5 million; investing activities used $42.5 million and financing activities used $4.4 million. Capital expenditure on property, plant and equipment was $40.7 million.
  • Borrowings under the revolving credit line were $50.0 million. The facility was $85 million, with approximately $35 million of available borrowing resources at year-end; UEI reported covenant compliance. A January 2017 amendment temporarily raised the facility to $105 million through April 15, 2017, after which it reverts to $85 million.
  • Management said cash, expected operating cash flow and available borrowing resources should cover expected outlays for the next 12 months. Most cash was held outside the United States; repatriation may trigger U.S. tax and some balances face local restrictions.
  • UEI repurchased 197,819 shares for $12.6 million in 2016. It has not paid cash dividends and does not expect to do so in the foreseeable future.

Material changes, outlook and notable items

  • Factory transition and sale: UEI is transferring production from its Guangzhou factory to three other China factories and agreed to sell the facility for approximately $46 million, with closing expected in 2018 subject to due diligence and regulatory approval. The company recorded $4.5 million of severance costs in 2016 and expected about $7 million of additional severance over the following 9–12 months. Management anticipated further manufacturing inefficiencies during the transition.
  • Investment outlook: UEI expected 2017 property, plant and equipment purchases of $22–$25 million, partly for advanced-remote-control capacity, factory automation and a global ERP system. Its 2017 priorities include developing advanced controls and home-automation products, expanding international broadcaster sales, increasing business with existing customers and pursuing complementary acquisitions or partners. No specific revenue or earnings guidance is provided.
  • Litigation: UEI settled litigation with Universal Remote Control and related parties; it accrued a total $6.6 million liability and paid it in January 2017, after which a $4.6 million surety bond was returned. Separately, the Kudelski Group sought a U.S. International Trade Commission investigation concerning remote controls supplied to Comcast; UEI denied the allegations and said it would defend itself. Patent disputes involving Ruwido also remained pending.
  • Customer and supply concentration: Comcast generated 22.9% of 2016 sales and DIRECTV and its subcontractors 10.5%. Texas Instruments supplied 11.7% of inventory purchases. UEI manufactures most products in China and relies on a limited number of key integrated-circuit suppliers.
  • Other financial considerations: UEI recorded $2.7 million as a reduction to sales for performance-based warrants issued to Comcast; none had vested at year-end. Ecolink-related contingent consideration was $10.5 million. Adoption of the new revenue-recognition standard could materially accelerate recognition for some arrangements; the company was still assessing the effect.
  • Market risks: UEI estimated that a 10% move in specified foreign currencies against the U.S. dollar could change first-quarter 2017 net income by approximately $8.3 million. A 100-basis-point interest-rate increase was estimated to affect annual net income by about $0.3 million, based on year-end borrowings.

Investor verification priorities

  • Track whether the factory transition is completed on schedule, whether the Guangzhou sale closes, and how severance and manufacturing inefficiencies affect margins.
  • Assess whether sales growth can translate into recovering gross and operating margins after the sharp FY 2016 declines.
  • Monitor Comcast and DIRECTV order volumes, Comcast’s share of receivables, and the vesting and potential dilution from its warrants.
  • Review the outcome and potential business impact of the Kudelski ITC matter and the remaining Ruwido proceedings.
  • Verify cash generation, working-capital needs, line-of-credit availability and covenant headroom, alongside the planned 2017 capital spending and ERP rollout.

Audit and controls: Grant Thornton issued unqualified opinions on the financial statements and internal control over financial reporting as of December 31, 2016. Management also concluded disclosure controls and internal control over financial reporting were effective.
