  • Cash flow: For the first nine months, operating cash flow was $27.6 million, investing cash outflow was $7.3 million, and financing cash outflow was $8.7 million. Cash increased $11.8 million to $41.2 million.
  • Balance sheet and liquidity: At September 30, cash was $41.2 million, current assets $215.6 million, current liabilities $105.8 million, and working capital $109.8 million. Total debt was $6.8 million; reported available borrowing resources under the then-existing facility were $18.0 million.
  • Capital and obligations: Contractual obligations totaled $92.3 million, including $78.4 million of purchase obligations and $13.7 million of operating leases.

Changes versus prior comparable periods

  • Q3 sales rose 1.1%, but net income fell 3.3%; diluted EPS declined from $0.47 to $0.45. Gross margin improved, while operating margin was essentially unchanged.
  • Nine-month sales declined 1.6%, operating income declined 9.8%, and net income declined 9.3%. Diluted EPS fell from $0.98 to $0.90. Gross margin improved, but higher operating expenses reduced operating margin.
  • Management attributed improved gross margin partly to greater internal production and, in Q3, to a $2.0 million Logitech past-royalty payment recorded in net sales. Increased R&D, legal and bonus expenses weighed on operating results; currency movements partly offset SG&A increases.
  • Operating cash flow improved from $11.8 million to $27.6 million, mainly reflecting inventory reduction. Inventory fell to $72.1 million from $90.9 million at year-end 2011. Accounts receivable increased, partly because a greater share of sales occurred late in the quarter.

Outlook, management commentary and risks

  • No quantified revenue or earnings guidance is provided. Management’s stated priorities include developing products and technology, expanding in Asian and Latin American subscription-broadcasting markets, growing customer relationships, increasing use of company factories, and pursuing complementary acquisitions or partners.
  • Management expects cash and operating cash flow to cover expected outlays for at least the next 12 months, while noting that cash held overseas may require borrowing to meet domestic needs. Most cash was outside the United States; repatriation could incur U.S. federal taxes, and some balances are subject to local restrictions.
  • On October 2, 2012, after quarter-end, the company amended its U.S. Bank credit agreement: the revolving line increased from $20 million to $55 million and maturity was extended to November 1, 2014. The line must repay the remaining term loan, is secured by substantially all U.S. personal property and 65% of the company’s interest in Enson, and includes financial covenants.
  • Customer concentration is notable: DIRECTV represented 19.0% of Q3 sales and 17.1% of nine-month sales. Management warns loss of a major customer or reduced order volume could materially affect results.
  • Foreign-exchange exposure is significant. The filing estimates that a 10% movement in specified currencies against the U.S. dollar would change Q3 net income and total cash flows by approximately $3.2 million and $3.3 million, respectively.
  • Logitech litigation was settled under a confidential long-term license agreement; Logitech agreed to pay $2.0 million for past royalties, recognized as revenue in Q3. A separate patent-infringement action against Universal Remote Control remained in early stages. The company says it cannot estimate potential losses across litigation generally.
  • Gross unrecognized tax benefits were approximately $5.0 million, including interest and penalties; about $4.5 million would affect the annual effective tax rate if realized. Management anticipated a roughly $0.1 million decrease within 12 months.
  • Management identified sluggish global conditions affecting television and consumer-electronics sales, customer pricing pressure, component-supply interruptions, competition for workforce, and the ability to maintain profitable sales and order volumes among forward-looking risks.

Important facts for investors to verify

  • How much of the gross-margin improvement and Q3 revenue growth is repeatable without the Logitech payment and other licensing revenue.
  • Whether business-line weakness, geographic sales shifts and DIRECTV concentration affect future revenue and customer diversification.
  • Whether improved operating cash flow is sustainable as receivables, inventory and supplier payments fluctuate.
  • Availability and cost of overseas cash, and compliance with the amended credit facility’s financial covenants.
  • Developments in the URC patent litigation, tax positions, and the company’s material foreign-currency exposures.
