Product sales were $11.37 million and engineering-services revenue was $1.69 million. Defense products contributed $7.35 million, consumer Video Eyewear $4.02 million, and engineering services $1.69 million. Consumer sales fell from $6.24 million in 2010, while defense-product sales rose from $4.80 million. Research and development expense was $2.12 million.

Investing activities used $0.90 million, largely for tooling and equipment; financing activities provided $0.18 million. Total assets were $5.82 million, total liabilities $12.64 million and stockholders’ deficit $6.82 million at year-end. Long-term debt was reported at $6.00 million before the current/non-current classification; $4.92 million of debt was classified as current. The bank line-of-credit balance was $0.65 million, with $0.11 million reported available. Debt figures exclude capital leases and other liabilities.

Material changes versus prior year

  • Revenue grew 6.5%, primarily as defense-product and engineering-services sales increased; consumer Video Eyewear revenue declined about 36%.
  • Gross margin improved to 36.3% from 31.0%, attributed mainly to product mix and higher-margin Tac-Eye, night-vision and AR products.
  • Operating loss narrowed, with lower selling and marketing and general and administrative expenses partly offset by slightly higher R&D.
  • Net loss improved, but interest expense rose to $0.996 million from $0.433 million, reflecting increased borrowing and default-rate interest; debt-discount amortization added $0.253 million of expense.
  • Cash fell sharply and working capital deteriorated. Debt covenant breaches led to reclassification of substantial term debt as current.

Outlook, risks and unusual items

  • Going concern and liquidity: The auditor included a going-concern explanatory paragraph, citing substantial doubt about Vuzix’s ability to continue. The company reported ongoing losses, inadequate cash, covenant defaults and lenders’ stated refusal to waive defaults or enter forbearance. Lenders could accelerate debt and enforce security, including against collateral.
  • Management’s plans: Increase revenue, reduce operating costs, emphasize higher-margin products, manage inventory, limit or defer discretionary capital spending and some R&D, seek additional financing, and pursue sales of certain assets. Management said available working capital might not fund planned needs through 2012 without asset-sale proceeds, new financing or significant expenditure reductions. No assurance was given that these measures would succeed.
  • Concentration and execution risks: Government-related sales and a small number of customers are important; orders are generally not long-term commitments. One customer represented about 21% of 2011 sales, and U.S. government sales were about 20% in the financial-statement note. Vuzix also depends heavily on outside microdisplay suppliers, with Kopin representing about 91% of microdisplays by unit volume.
  • Controls: Management concluded disclosure controls and internal control over financial reporting were ineffective at year-end, citing material weaknesses in financial close and reporting, segregation of duties, subsidiary monitoring, inventory controls, and documented control and risk-assessment procedures.
  • Products and strategy: The company plans to promote higher-resolution, see-through, augmented-reality and virtual-reality products. The filing provides no quantified revenue, earnings or cash-flow guidance. It also describes a Nokia optics technology license and a CES 2012 innovation award for SMART Glasses Technology.
  • Other: Vuzix reported no legal proceedings and no off-balance-sheet arrangements. It paid no regular cash dividends. The filing reports 265.3 million common shares outstanding at year-end; additional financing or conversion/exercise of securities could dilute shareholders.

Investor verification priorities

  • Confirm the status of senior-debt and bank-line covenant defaults, lender remedies, and any subsequent waivers, amendments or repayment arrangements.
  • Verify cash runway, current debt maturities, available borrowing capacity and progress or proceeds from proposed asset sales and financing.
  • Reconcile the filing’s inconsistent figures: FY 2010 gross profit appears as both $3.80 million and $3.82 million; 2011 impairment expense appears as both $28,576 and $35,265; and 2011 selling and marketing expense appears as both $2,091,412 and $2,091,512. The filing text does not provide a clear single value for each discrepancy.
  • Track customer and government-contract concentration, consumer-sales trends, product margins, inventory reserves and microdisplay supply continuity.
  • Review remediation of the disclosed material weaknesses and whether later filings report effective controls.
