Gross margin improved principally on higher sales and lower material and component costs, partly offset by unfavorable price/mix and acquired inventory costs. SD&A rose 17.2% to $206.6, reflecting volume-related costs, employee costs and higher acquired-intangible amortization. The effective tax rate was 35.0%, versus 35.9%; management attributed the lower prior-year comparison to discrete tax items that did not recur.

Capital expenditures were $23.1, compared with $18.5 a year earlier. Investing cash outflow was $260.2, including $239.2 for acquisitions, primarily Distech Controls. The quarter’s net cash decrease was $196.6. Current assets were $1,255.2 and current liabilities $512.7 at November 30. Debt comprised $350.0 of 6% senior unsecured notes due December 2019 and $4.0 of industrial revenue bonds due 2021. The company reported $243.9 of revolving-credit borrowing capacity, was in compliance with covenants, and had a debt-to-total-capitalization ratio of 19.7%.

Changes and business developments

  • Sales growth reflected approximately 14% higher volume and a 3% favorable acquisition contribution, partly offset by approximately 2% unfavorable foreign exchange and 1% unfavorable price/mix. LED-based product sales grew more than 40% and were 52% of sales.
  • On September 1, 2015, the company acquired Distech Controls for approximately $240 in cash. Preliminary acquisition accounting added $163.9 of goodwill and $85.6 of identified intangible assets, including customer relationships, patented technology and a trade name.
  • After quarter-end, the company acquired Juno Lighting and Geometri using cash on hand; combined cash consideration was approximately $386. Juno’s recent trailing-12-month revenue was approximately $250. The filing does not provide a clear standalone purchase price for Geometri.
  • GAAP operating profit included a $0.4 special charge, versus $10.0 in the prior-year quarter. Management’s adjusted, non-GAAP diluted EPS was $1.77 versus $1.43; adjusted measures exclude specified acquisition-related costs, amortization, share-based compensation and special charges, among other items.

Outlook, commentary and risks

Management expected the North American lighting market to grow in the mid-to-upper single digits in fiscal 2016, and expected the Distech Controls, Juno Lighting and Geometri acquisitions to be accretive to fiscal 2016 consolidated results. The company expected fiscal 2016 capital investment of approximately 2.5% of net sales and an effective tax rate of approximately 35.5% before discrete items, assuming tax jurisdictions’ rates remained generally consistent. Management expressed confidence in profitable growth from lighting, building automation and intelligent networked solutions, but cautioned that quarterly results are not necessarily indicative of full-year results.

  • Trade-compliance matter: Distech disclosed potential U.S. and Canadian sanctions or export-control violations involving shipments over the prior five years, with estimated revenue of approximately $0.3. The matter was voluntarily reported and is under assessment. Former owners’ indemnity is escrow-backed but capped; management did not expect a material adverse effect, while acknowledging potential uncovered costs, penalties or reputational harm.
  • Acquisition valuation: Distech purchase accounting remained preliminary. Goodwill and indefinite-lived intangibles could be impaired if actual results or valuation assumptions differ from expectations; impairment could materially affect earnings and financial position, though not operating cash flow.
  • Other contingencies: The company faces ordinary-course legal claims, including patent and product matters. It said resolution was not expected to materially harm results, but actual costs may exceed reserves. Warranty and recall costs could also exceed historical estimates.
  • Other risks: Management identified market demand, competition, customer and supplier relationships and pricing, execution of initiatives, foreign exchange, interest rates, commodity prices, and broader economic, political and technological factors. No material change in previously disclosed risk factors or market-risk exposure was reported.

Important facts for investors to verify

  • Whether sales growth and margin gains persist, particularly as LED pricing and product/channel mix evolve.
  • Whether the acquisitions deliver the expected fiscal 2016 accretion and integration benefits, and how final purchase accounting affects goodwill, amortization and impairment risk.
  • Cash, working-capital needs and borrowing capacity after the approximately $386 of post-quarter-end acquisitions.
  • Developments, potential penalties and indemnity coverage in the Distech trade-compliance matter.
  • Whether the market-growth, capital-spending and tax-rate expectations are met; the filing provides no specific full-year revenue or EPS guidance.
