Compass, Inc. annual report, FY2021

Compass, Inc. — FY2021 Form 10-K

Reporting period: Fiscal year ended December 31, 2021. This is an annual filing, not a standalone fourth-quarter report. Amounts are in U.S. dollars; financial statement amounts are in millions unless noted.

Business context

Compass operates a technology-enabled residential real estate brokerage. It earns substantially all revenue from commissions when agents complete home transactions; title and escrow services and mortgage origination were still small or early-stage businesses in 2021. The company completed its IPO in April 2021, raising approximately $438.7 million net of offering costs.

Compass reported $1.6 billion of accumulated deficit. Current assets were $794.6 million and current liabilities $437.1 million at year-end. Debt included $16.2 million outstanding under the $75 million Concierge Facility; there were no borrowings under the $350 million Revolving Credit Facility. The company also reported $564.5 million in present-value operating lease liabilities. It was in compliance with both credit facilities’ covenants at year-end.

Changes versus the prior year

  • Revenue rose 72.6%, driven by agent growth, more transactions, geographic expansion and a modest increase in average transaction value. Transactions increased 55.6%; Gross Transaction Value increased 67.6%.
  • Net loss widened by $223.9 million, while operating loss also increased. Adjusted EBITDA improved from a $155.5 million loss to $1.6 million of income, a non-GAAP measure that excludes stock-based compensation and other items.
  • Total operating expenses increased to $6,914.0 million from $3,994.1 million. Research and development rose to $365.3 million; general and administrative expense rose to $288.5 million.
  • Stock-based compensation increased to $386.3 million from $43.2 million, including $148.5 million of one-time IPO-related acceleration. The filing cautions that pre- and post-IPO periods are not directly comparable for this expense.
  • Operating cash outflow narrowed to $28.6 million, but 2021 investing activities used $192.5 million, primarily for acquisitions and capital expenditures. Financing activities provided $399.3 million, principally reflecting IPO proceeds.

Outlook, commentary, and risks

  • Management expects continued investment in technology, agent recruitment and support, geographic expansion, acquisitions and adjacent services. It expects operating losses and negative operating cash flow may continue in some periods. The filing provides no specific 2022 revenue, earnings or margin guidance.
  • Compass planned to expand title and escrow and mortgage offerings in 2022. Title and escrow services were available for approximately half of agents’ transactions, but were used on a mid-single-digit percentage of total transactions in Q4 2021. OriginPoint, a 49.9%-owned joint venture with Guaranteed Rate, began originating mortgages in December 2021.
  • Management said it saw no adverse impact from COVID-19 on 2021 business results, but emphasized uncertainty from future variants, restrictions and economic effects. The filing highlights housing-market cyclicality, seasonality, mortgage rates, affordability, competition and commission-rate pressure as important risks. It cites an industry forecast that purchase and refinance mortgage volumes could fall 35% in 2022; this is not company guidance.
  • Compass has incurred annual net losses since founding and states it may not achieve or sustain profitability. Its $1.2 billion of federal and $1.2 billion of state net operating losses may be subject to limitations or may not be fully used.
  • Disclosure controls were deemed ineffective at December 31, 2021 due to material weaknesses in financial-reporting oversight, accounting processes and IT general controls. Management reported no resulting material misstatement, described remediation work, and said remediation was ongoing.
  • The company recorded a $21.3 million expense to settle the Dorfman matter. A separate Realogy-related lawsuit remained in discovery; Compass said it could not estimate a possible loss range.
  • Escrow and trust deposits administered for clients, excluded from the balance sheet, totaled $172.1 million at year-end; Compass remains contingently liable for their disposition. The company also reported $817.1 million of contractual obligations in its summary schedule, mostly operating leases, acquisition-related compensation and purchase obligations.

Most important facts for investors to verify

  • Whether transaction and revenue growth can continue if housing activity slows or mortgage rates rise, and whether growth translates into sustained GAAP profitability and positive operating cash flow.
  • How much of the adjusted EBITDA improvement reflects underlying operating performance versus exclusions, particularly the substantial stock-based compensation expense.
  • Progress in remediating material weaknesses and the timing and outcome of future evaluations of internal controls.
  • OriginPoint’s expansion, economics and contribution, and whether Compass can increase adoption and revenue from title, escrow and mortgage services while meeting regulatory requirements.
  • Cash requirements from agent recruitment, acquisitions, leases, RSU tax withholding and credit-facility obligations; also monitor covenant compliance and client escrow-deposit safeguards.
  • Developments in the Realogy litigation, commission-related regulatory or antitrust matters, and other legal or compliance contingencies.
