CHESAPEAKE UTILITIES CORP quarterly report, Q1 FY2024

Chesapeake Utilities Corporation — Q1 2024 Form 10-Q Summary

Business Context and Reporting Period

Chesapeake Utilities is a diversified energy company operating primarily along the U.S. East Coast. Its businesses include regulated natural gas and electric distribution and transmission, propane distribution, compressed natural gas services, energy generation, renewable natural gas initiatives and related services. The filing covers the three months ended March 31, 2024. Results are seasonal, with generally higher revenue and earnings in the first and fourth quarters because of colder-weather energy demand.

The quarter includes the first full quarter of Florida City Gas (“FCG”), acquired on November 30, 2023. FCG serves approximately 120,000 customers and contributed $35.9 million of revenue and $4.2 million of net income in the quarter, including $0.9 million of transaction and transition-related expenses.

Operating revenue increased primarily from the FCG acquisition, customer growth, pipeline expansion, regulatory initiatives and higher propane activity. Regulated Energy revenue increased to $168.4 million from $142.3 million, while Unregulated Energy revenue was essentially unchanged at $83.1 million.

Operating margin was approximately 32.4% of revenue, compared with 25.2% in the prior-year quarter. Net margin was approximately 18.8%, compared with 16.7%. Non-GAAP adjusted gross margin increased to $164.5 million from $129.5 million, and adjusted net income increased to $46.8 million from $36.3 million. Adjusted diluted EPS was $2.10 versus $2.04. The adjusted measures exclude $0.7 million, or $0.03 per diluted share, of FCG transaction and transition-related expenses.

Interest expense increased to $17.0 million from $7.2 million, primarily because of the $550.0 million of senior notes issued to help finance the FCG acquisition. Income tax expense was $16.6 million, with an effective tax rate of 26.4%, compared with 24.2% in the prior-year period. The 2023 rate benefited from a $1.3 million Pennsylvania state tax-rate-related benefit.

At March 31, 2024, total assets were $3.33 billion and stockholders’ equity was $1.28 billion. Long-term debt, including current maturities, was $1.20 billion, and short-term borrowings were $170.4 million at a weighted-average rate of 5.83%. Cash and cash equivalents were $1.7 million. The company had $197.6 million of available Revolver capacity after letters of credit and remained in compliance with its debt covenants. Equity represented 48% of capitalization including short-term borrowings, below the company’s stated 50%–60% target range.

Cash Flow, Liquidity and Capital Resources

  • Operating cash flow was $97.3 million, supported by net income, deferred taxes, regulatory assets and liabilities, and working-capital changes.
  • Investing cash flow was negative $74.7 million, primarily because of $75.5 million of capital expenditures.
  • Financing cash flow was negative $25.8 million, including $12.9 million of dividends, $10.2 million of net repayments under credit lines and $2.0 million of long-term debt repayments.
  • Management forecasts 2024 capital expenditures of $300 million to $360 million, including $265 million to $318 million for Regulated Energy.
  • The 364-day Revolver tranche expires in August 2024, while the five-year tranche expires in August 2026. Shelf agreements provided $255 million of additional available borrowing capacity at quarter-end.

Material Changes Versus the Prior Comparable Period

  • FCG added $25.0 million of adjusted gross margin and materially increased regulated revenue and operating income.
  • Regulated Energy operating income increased 54.4% to $58.1 million; Unregulated Energy operating income increased 24.3% to $21.4 million.
  • Adjusted gross margin increased $35.0 million, including contributions from FCG, natural gas customer growth, transmission expansions, Florida rate changes, infrastructure programs, propane margins and Aspire Energy.
  • Interest expense increased $9.8 million because of acquisition-related debt and higher short-term borrowing costs.
  • Weighted-average diluted shares increased to 22.3 million from 17.8 million, reflecting the issuance of approximately 4.4 million shares to partially fund the FCG acquisition. Consequently, net income growth exceeded diluted EPS growth.
  • Capital expenditures increased substantially, and total property, plant and equipment rose to $2.92 billion from $2.86 billion at December 31, 2023.

Guidance, Outlook, Commentary and Risks

Management expects continued growth from regulated infrastructure, pipeline expansions, customer additions, FCG integration, propane operations and CNG/RNG/LNG transportation. Estimated 2024 adjusted gross margin contributions from identified major projects total approximately $50.7 million, increasing to approximately $66.3 million in 2025. The company estimates approximately $12.5 million of 2024 and $14.0 million of 2025 adjusted gross margin from CNG, RNG and LNG transportation-related services.

Major initiatives include Florida GUARD and FCG SAFE programs, Florida electric storm protection, pipeline expansions in Florida and the Delmarva region, the Worcester Resiliency Upgrade and renewable natural gas projects. FCG has requested modifications to its SAFE program that could increase projected 10-year capital expenditures by $50 million, from $205 million to $255 million, subject to regulatory approval.

Key regulatory matters include a Maryland rate case seeking approximately $6.9 million of permanent rate relief, a Maryland depreciation study, the pending appeal of FCG’s Florida RSAM approval and multiple Florida pipeline and infrastructure proceedings. The Worcester project is targeting FERC certificate authorization by December 2024 and an in-service date in the third quarter of 2025.

Principal risks include regulatory delays or unfavorable rate outcomes, the capital-intensive nature of the business, refinancing and interest-rate risk, commodity-price and weather volatility, environmental remediation, cyber and information-technology risks, safety incidents, counterparty credit risk, supply-chain constraints, and the ability to integrate FCG and realize projected benefits. Environmental liabilities related to former manufactured-gas-plant sites were approximately $3.5 million at March 31, 2024. Corporate guarantees totaled approximately $24.4 million, with $4.0 million of specific-purpose guarantees and $7.0 million of letters of credit outstanding.

Management stated that disclosure controls were effective as of March 31, 2024. Internal-control integration related to FCG remains ongoing, and FCG represented approximately 30.8% of consolidated assets and 8.9% of earnings before taxes at quarter-end and for the quarter, respectively.
