CSW Industrials, Inc. — FY2016 Form 10-K
Reporting period: Fiscal year ended March 31, 2016, with FY2015 comparisons. The filing also reports FY2016 fourth-quarter results (January–March 2016); it is not a calendar-year 2015 quarterly filing. CSWI became an independent, publicly traded company on September 30, 2015, so pre-separation historical results may not reflect standalone costs or operations.
Business context
CSWI is a diversified industrial manufacturer operating in Industrial Products; Coatings, Sealants & Adhesives; and Specialty Chemicals. Its products serve HVAC, construction, plumbing, rail, energy, mining and other industrial markets. Three acquisitions—Strathmore, Deacon and AC Leak Freeze—were completed during FY2016.
Financial performance and position
| Metric | FY2016 | FY2015 |
|---|---|---|
| Revenue | $319.8 million | $261.8 million |
| Gross profit / margin | $147.9 million / 46.2% | $126.4 million / 48.3% |
| Operating income / margin | $47.5 million / 14.8% | $44.0 million / 16.8% |
| Net income | $25.5 million | $29.7 million |
| Diluted EPS | $1.62 | $1.90 |
| Operating cash flow | $41.5 million | $35.5 million |
| Capital expenditures | $11.1 million | $8.7 million |
Revenue increased 22.2%, including $58.9 million from acquisitions; excluding acquisitions, lower energy and mining sales were largely offset by growth in HVAC and architecturally specified building products. Gross margin contracted, mainly reflecting Strathmore’s lower-margin products. Operating income rose 7.8%, but net income fell 14.3%, in part because net interest expense increased to $3.0 million and the effective tax rate rose to 42.4% from 33.9%. FY2016 tax expense included nondeductible separation and acquisition costs and a reserve for uncertain tax positions.
Segment results: Industrial Products revenue was $138.6 million (+17.0%) and operating income $31.1 million (+57.7%); Coatings, Sealants & Adhesives revenue was $106.0 million (+103.4%, primarily acquisitions) and operating income $10.9 million (-4.5%); Specialty Chemicals revenue was $74.9 million (-16.5%) and operating income $12.5 million (-4.0%), reflecting energy, mining and industrial weakness.
FY2016 fourth-quarter revenue was $76.3 million versus $64.0 million a year earlier; gross profit was $34.6 million versus $30.7 million. Net income was $1.8 million versus $5.4 million, and diluted EPS was $0.12 versus $0.34.
At March 31, 2016, cash, restricted cash and bank time deposits totaled $39.3 million; working capital was $124.0 million. Total debt was $89.7 million, compared with $26.7 million a year earlier. Total assets were $392.3 million and equity $258.0 million. The company reported $41.5 million of operating cash flow and $11.1 million of capital expenditures; cash used in investing was $110.2 million, including $97.2 million for acquisitions. Management said cash, operating cash flow and available revolving-credit capacity should cover liquidity needs for at least 12 months.
Material changes, outlook and risks
- Acquisition spending included $68.8 million for Strathmore, $12.6 million for Deacon and $16.3 million for AC Leak Freeze. The new five-year revolving facility is $250 million, with a $50 million accordion; $76.5 million was drawn at year-end. The company reported covenant compliance.
- The defined benefit plan was frozen effective September 30, 2015. A pension curtailment benefit of approximately $8.0 million was recognized, materially benefiting reported results; the plan was reported overfunded by $2.1 million at year-end.
- For FY2017, management expected growth in most key markets, including HVAC, plumbing, rail lubrication, architecturally specified products and industrial markets. It expected energy and mining to remain weak, with no meaningful recovery. No consolidated revenue or earnings guidance was provided.
- Management forecast approximately $5 million in annual Specialty Chemicals savings from integrating Jet-Lube and Whitmore, largely beginning in FY2017 with full run-rate savings expected by year-end, plus approximately $2 million in annual procurement savings. FY2017 capital expenditures were expected to be $10–$12 million. These are targets, not achieved results.
- Key risks include cyclical energy and mining demand, competition and product substitution, reliance on distributors and some contract manufacturers, acquisition integration and leverage, manufacturing-consolidation execution, foreign exchange, and environmental, chemical-safety and regulatory exposures. Separation-related tax indemnities and transaction restrictions may also constrain corporate actions. No pending legal matter was identified as reasonably likely to have a material impact.
- The audit opinion was unqualified for the financial statements. The auditor did not audit internal control effectiveness; management’s internal-control assessment was omitted under the transition rules for newly public companies. Management reported effective disclosure controls.
Important facts for investors to verify
- How much of revenue and operating performance growth is organic versus acquisition-driven, and whether acquired businesses meet expected returns.
- Progress and costs of Strathmore integration and the Jet-Lube/Whitmore consolidation; confirm whether the stated savings are realized.
- Whether energy, mining and rail-related weakness persists, and how it affects Specialty Chemicals margins and cash generation.
- Debt levels, facility availability, covenant headroom, interest-rate exposure and scheduled debt repayment, particularly the large FY2021 principal maturity shown in the filing.
- The sustainability of earnings excluding the pension curtailment benefit, separation/start-up costs, acquisition expenses and other unusual items; also monitor the elevated FY2016 tax rate.
- Standalone comparability: historical periods include allocated costs and do not necessarily represent the company’s costs as a public standalone entity.
