Reported sales included adverse foreign-currency translation of $27.5 million in the quarter and $38.6 million year to date. Excluding that impact, sales grew 7.4% and 4.3%, respectively; these are non-GAAP measures presented by the company. Currency translation reduced net earnings by $2.7 million for the quarter and $3.9 million for the six-month period.

Quarterly sales growth was led by Industrial Products, up 13.2%, including Gas Turbine Products growth of 91.0%. Engine Products sales declined 3.4%, principally reflecting a 22.6% drop in Off-Road Products. For the six months, Industrial Products sales rose 5.5% and Engine Products sales fell 1.4%.

Six-month operating cash flow was $85.4 million, down from $151.6 million. Capital expenditures were $51.0 million; cash and cash equivalents ended the period at $229.0 million, compared with $296.4 million at fiscal year-end. Short-term investments were $28.2 million, down from $127.2 million.

At January 31, short-term borrowings were $322.2 million, current maturities of long-term debt were $1.8 million, and long-term debt was $240.9 million. The company reported approximately $346.6 million of unused credit lines and compliance with its credit-facility covenants. Total current assets were $1,061.7 million and current liabilities were $697.1 million.

Material changes and management commentary

  • Margins and earnings weakened despite higher reported sales. Management cited lower fixed-cost absorption from reduced production volumes, an unfavorable mix of large Gas Turbine Systems shipments, strategic growth and Global ERP project costs, and expenses related to closing the Grinnell, Iowa facility. Continuous Improvement initiatives partly offset these pressures.
  • Second-quarter results included $3.9 million of U.S. pension settlement expense and $0.7 million of restructuring charges. The pension settlement followed lump-sum offers to certain U.S. plan participants.
  • Operating cash flow fell chiefly because of working-capital changes, including higher inventories and receivables and lower accrued compensation and income taxes payable. Management said inventory was increased for distribution-center expansions, anticipated port disruptions, and production-line moves, and that actions were underway to reduce inventory.
  • The company acquired Northern Technical, a gas-turbine inlet filtration systems and replacement-filter manufacturer, on September 30, 2014. Consideration was approximately $97.1 million; preliminary purchase accounting included $60.3 million of goodwill. The allocation remained subject to finalization.
  • During the six months, Donaldson repurchased 4.387 million shares for $174.2 million and paid $45.7 million in dividends. The board declared a quarterly dividend of $0.165 per share.

Outlook, risks, and contingencies

For fiscal 2015, management forecast sales of $2.40–$2.50 billion, operating margin of 13.6%–14.4%, an effective tax rate of 27%–29%, and adjusted diluted EPS of $1.65–$1.85. The EPS forecast excludes $0.04 per share of restructuring and pension lump-sum settlement expenses. The operating-margin forecast includes approximately $10 million of Global ERP and sales-growth initiative expense but excludes the pension settlement charge and forecast restructuring charges. Management projected operating cash flow of $245–$285 million and capital spending of $90–$100 million. The sales forecast assumed the euro at US$1.13 and the yen at 117 per U.S. dollar.

Management described replacement-filter demand as strong, while capital-spending-dependent first-fit equipment markets remained weak. Risks identified include global economic conditions, foreign-exchange and commodity-price movements, competitive markets, international operations, technology-system implementation, information security, and geopolitical or other disruptive events. Gas Turbine Products revenue can fluctuate because shipments involve large projects. Management believed available resources and operating cash flow were sufficient for the next 12 months, while noting future borrowing costs and availability could be affected by capital-market disruptions.

Other disclosed exposures include a guarantee of half of Advanced Filtration Systems Inc.’s $23.1 million debt, $7.9 million of outstanding standby letters of credit with no amounts drawn, and $16.3 million of unrecognized tax benefits plus accrued interest and penalties. The company said identified litigation reserves were not material and did not expect current litigation to materially affect its financial position, results, or liquidity.

Important facts for investors to verify

  • Whether the fiscal-year sales, operating-margin, adjusted EPS, cash-flow, and capital-spending forecasts were achieved, and how forecast exchange rates compared with actual rates.
  • Whether working-capital outflows—particularly inventory and receivables—reversed, and how cash conversion developed after the quarter.
  • Whether Off-Road weakness, foreign-exchange pressure, and large-project shipment variability persisted, and whether replacement-filter growth continued.
  • How the Northern Technical acquisition’s final purchase-price allocation and subsequent results compared with preliminary accounting.
  • Whether debt, unused revolver capacity, and covenant compliance changed materially, especially given share repurchases and other cash uses.
  • Whether pension, restructuring, Global ERP, tax-audit, guarantee, or litigation exposures resulted in additional charges or cash requirements.
