Ecovyst Inc. annual report, FY2018

Business context and reporting period

This is PQ Group Holdings Inc.’s Form 10-K for the fiscal year ended December 31, 2018, not a standalone quarterly filing. The filing identifies the issuer as PQ Group Holdings (NYSE: PQG); it does not identify Ecovyst as the registrant. The company supplies specialty catalysts, materials, chemicals and services through Environmental Catalysts & Services and Performance Materials & Chemicals. Zeolyst, a 50%-owned joint venture, is accounted for using the equity method; its sales are not consolidated as company revenue.

Revenue rose 9.2%, driven by higher volume, customer pricing and mix. Cost of goods sold grew faster than sales, reducing gross margin by 1.9 percentage points. At year-end, total debt was $2,148.4 million, or approximately $2,090.5 million net of cash. Available liquidity was $228.8 million, including $170.9 million of availability under the asset-based revolver; there were no revolver borrowings. Cash interest paid was $105.1 million. A 100-basis-point increase in variable rates was estimated to add about $11.7 million to annual interest expense before hedging.

By segment, Environmental Catalysts & Services sales increased 11.4% to $527.7 million and Adjusted EBITDA increased 5.7% to $257.6 million. Performance Materials & Chemicals sales increased 8.2% to $1,083.8 million and Adjusted EBITDA increased 1.3% to $243.4 million. These segment EBITDA figures include the company’s proportionate share of Zeolyst results; consolidated Adjusted EBITDA also reflects $37.0 million of corporate expenses.

For the fourth quarter, sales were $380.0 million and net income attributable to PQ Group Holdings was $28.1 million, versus $358.1 million and $65.0 million, respectively, in fourth-quarter 2017. The prior-year quarter included a provisional $64.3 million tax benefit from U.S. tax reform, limiting the usefulness of the reported net-income comparison.

Changes, outlook and material items

  • Operating cash flow improved by $83.5 million year over year, while working capital still used $21.9 million of cash. Capital expenditures remained substantial at $131.7 million.
  • Interest expense fell to $113.7 million from $179.0 million, mainly following debt repayments and refinancing. In February 2018, the company refinanced its term loans, lowering the margin to LIBOR plus 2.50% and extending maturity to February 2025; it also prepaid $100 million of principal during 2018.
  • Reported 2018 results included a $20.6 million noncash gain after a customer closed the facility covered by a long-term below-market supply contract, and $6.5 million of Hurricane Harvey insurance recoveries. Debt extinguishment costs were $7.8 million and foreign-currency losses were $13.8 million.
  • Adjusted net income was $116.6 million versus $57.9 million, but this non-GAAP measure excludes or adjusts for multiple items, including tax reform and GILTI effects; it is not a substitute for GAAP earnings.
  • Management stated that cash, operating cash flow and revolver availability were expected to fund anticipated needs for at least the next 12 months. No specific earnings or revenue guidance was provided. The company announced that, effective March 1, 2019, it would reorganize into four reporting segments: Catalyst, Performance Chemicals, Performance Materials and Refining Services.
  • Key risks include substantial indebtedness and variable-rate exposure; raw-material and energy costs and delays in passing costs through to customers; seasonality in highway safety and refining services; foreign-exchange movements; and environmental, regulatory, customer-contract and production-disruption exposures. Environmental remediation and enforcement reserves totaled $4.7 million at year-end; management cautioned that actual costs could exceed estimates. A substantial environmentally driven capital project was planned over the following three years, with costs not clearly quantified in the filing excerpt.
  • Management and the auditor concluded that internal control over financial reporting was effective as of year-end, and the auditor issued an unqualified opinion on the financial statements.

Most important facts for investors to verify

  • Confirm the filing and security being analyzed: this 10-K is for PQ Group Holdings Inc. (PQG), despite the request metadata naming Ecovyst.
  • Reconcile the drivers of lower gross margin—especially manufacturing-cost inflation, maintenance, freight and lower-margin mix—and assess whether pricing can continue to offset them.
  • Review debt maturities, covenant headroom, refinancing terms and the effect of higher interest rates on cash flow.
  • Assess the sustainability of operating cash flow after capital expenditures, pension contributions and seasonal working-capital needs.
  • Separate recurring performance from the contract-termination gain, insurance recoveries, debt costs and tax-related adjustments; compare GAAP results with management’s non-GAAP measures.
  • Track environmental obligations and planned compliance capital spending, as well as renewal or termination risks in refining-services customer contracts.
