Garmin Ltd. — FY2012 Form 10-K
Reporting period: Fiscal year ended December 29, 2012 (52 weeks), compared with FY2011 (53 weeks). The filing is an annual report, not a standalone Q4 filing; quarterly figures are unaudited.
Business context
Garmin designs, manufactures and sells GPS-enabled navigation, communications and information products across automotive/mobile, outdoor, fitness, marine and aviation. Automotive/mobile remained the largest segment. Garmin reported delivery of more than 15 million products during 2012 and continued to emphasize new-product development and diversification beyond portable navigation devices.

- Operating cash flow less capital expenditures was approximately $646 million. Cash and cash equivalents were $1.231 billion; marketable securities totaled $1.641 billion. Total debt was zero.
- Current assets were $2.536 billion versus current liabilities of $909.0 million. Stockholders’ equity was $3.532 billion.
- FY2012 foreign-currency losses were $20.0 million. The effective tax rate was approximately 13.1%, up from 10.8% in FY2011.
Material changes and segment trends
- Automotive/mobile sales declined 6% to $1.492 billion, or 55% of revenue, as PND volume fell amid market saturation and competition from smartphones and factory-installed systems. Segment gross margin rose 560 basis points, substantially influenced by revenue-deferral accounting effects and a one-time $21 million royalty-fee benefit.
- Outdoor revenue increased 11% to $401.7 million and fitness increased 8% to $321.8 million, supported by product introductions and market growth. Marine revenue declined 6% to $208.1 million. Aviation revenue increased 2% to $291.6 million.
- Operating expenses rose 6% to $834.3 million. R&D increased 9% to $325.8 million (12% of sales); SG&A increased 8% to $369.8 million, with acquisition-related and legal costs cited as contributors.
- Reported Q4 2012 sales were $768.5 million and net income was $129.3 million, versus $909.6 million and $165.6 million in Q4 2011. Q4 2011 included an extra fiscal week and a significant accounting-estimate change, limiting direct comparability.
Outlook, risks and unusual items
- Management forecast FY2013 revenue of $2.5–$2.6 billion, with growth in outdoor, fitness, aviation and marine expected to be offset by further automotive/mobile declines. It expected operating cash flow of $500–$550 million.
- Management expected gross margins to improve, R&D spending to increase, SG&A to remain relatively stable in absolute dollars, and the effective tax rate to exceed FY2012’s rate. Approximately $40 million of FY2013 capital expenditures was budgeted.
- In 2011, Garmin changed its estimate for revenue and cost deferrals on bundled lifetime-map and premium-traffic products. The change increased FY2011 revenue by $77.8 million, gross profit by $66.5 million and net income by $59.3 million. In FY2012, $68.3 million of sales were deferred for such bundles.
- Key risks include the expected decline and competitive pressure in automotive/mobile; pricing and margin erosion; dependence on GPS availability, Taiwan manufacturing and selected single-source components; foreign-exchange volatility; and uncertain tax positions. Garmin reported $181.8 million of unrecognized tax benefits.
- Garmin disclosed multiple intellectual-property lawsuits and investigations. Management did not expect the proceedings, individually or collectively, to materially adversely affect results, financial position or cash flows; outcomes remain uncertain. Two matters were reported settled, while other proceedings continued.
- Shareholders approved a $1.80-per-share dividend for the four installments beginning June 2012; future dividends require shareholder approval under Swiss law. A new share-repurchase authorization of up to $300 million was approved in February 2013, expiring December 31, 2014.
- Ernst & Young issued unqualified opinions on the financial statements and internal control over financial reporting. Management concluded disclosure controls and internal controls were effective as of year-end.
Investor verification priorities
- Assess whether automotive/mobile declines are accelerating and whether growth in other segments can offset them.
- Separate underlying margin performance from the effects of deferred bundled-product revenue, the 2011 estimate change and the $21 million royalty benefit.
- Review cash-flow sustainability and the composition, maturity and credit quality of the $1.641 billion securities portfolio.
- Track the $181.8 million tax reserve, potential reserve changes, and the expected increase in the FY2013 effective tax rate.
- Monitor material litigation developments, component availability, Taiwan operational exposure, and foreign-exchange effects.
- Compare FY2013 guidance with subsequent reported results, noting that FY2011 had 53 weeks and FY2012 had 52.
