Intrepid Potash, Inc. annual report, FY2013

Intrepid Potash, Inc. — Form 10-K Summary

Reporting period: Fiscal year ended December 31, 2013, including fourth-quarter results. Intrepid operates six potash production facilities in New Mexico and Utah and sells potash and langbeinite, marketed as Trio®.

Business Context and Reporting Period

Intrepid is a U.S.-focused producer of muriate of potash and one of two producers of langbeinite. Products are sold primarily into agricultural, industrial and animal-feed markets. Approximately 96% of sales were in the United States. The company has one reporting segment.

The business faced a deteriorating potash pricing environment in 2013, driven by excess supply, elevated North American inventories and purchasing delays following Uralkali’s July 2013 withdrawal from the Belarusian Potash Company marketing arrangement.

Sales$73.8 million$110.9 million
Gross margin$3.2 million$37.2 million
Net income$(6.0) million$14.5 million

Management reported sequentially declining quarterly earnings during 2013. The fourth-quarter loss reflected lower potash prices, reduced sales volumes, higher per-ton costs, annual East-facility maintenance and inventory valuation adjustments.

Liquidity, Debt and Cash Flow

  • Cash, cash equivalents and investments totaled $25.1 million at December 31, 2013, down from $57.7 million.
  • Total debt was $150.0 million, consisting of unsecured senior notes issued in April 2013. The notes mature in 2020, 2023 and 2025 and bear fixed rates ranging from 3.23% to 4.28%.
  • The company had no borrowings under its $250 million unsecured revolving credit facility at year-end; covenant-based availability was approximately $222 million.
  • Management expected facility availability to be substantially reduced during 2014 because of lower adjusted EBITDA, but believed available liquidity would fund operations and planned capital projects.
  • Year-end inventory increased to $117.5 million, including $84.4 million of product inventory, versus total inventory of $63.5 million a year earlier.
  • Contractual obligations totaled $294.4 million, including $150.0 million of debt principal, $52.4 million of fixed-rate interest, $54.9 million of undiscounted asset-retirement obligations and $19.3 million of operating leases.

Material Changes Versus the Prior Comparable Period

  • Potash pricing and volume weakened materially, reducing potash net sales by $117.0 million, or 31%.
  • Trio® net sales increased $2.3 million, supported by higher pricing and improved production.
  • Cost of goods sold decreased in total because fewer potash tons were sold, but potash cost per ton increased 8% to $260.
  • Depreciation, depletion and accretion increased to $61.3 million from $47.6 million as major capital projects entered service.
  • Inventory increased by $53.997 million, contributing to the decline in operating cash flow.
  • Intrepid completed substantial construction of the HB Solar Solution mine, invested $234.0 million in that project through year-end and began initial commissioning.
  • The first two lines of the North compaction project entered service; the third line was expected in the first half of 2014.
  • The company issued $150 million of senior notes and did not pay a dividend in 2013. A $0.75-per-share special dividend had been paid in 2012.

Guidance, Outlook, Commentary and Risks

  • Management expected 2014 capital investment of approximately $40 million to $50 million, including $10 million to $15 million for remaining HB and North compaction work and $5 million to $10 million for West recovery projects.
  • HB Solar Solution production was expected to ramp through 2014 and 2015, with designed production levels targeted in 2016. Management expected the facility’s per-ton cash operating costs to be nearly half of current levels beginning with the third harvest in fall 2015.
  • Management warned that continued soft potash prices could result in additional net losses during early 2014.
  • In January 2014, the company reduced its workforce by approximately 7%, cut executive compensation and reduced other spending. Expected annual savings were approximately $15 million, with a projected pre-tax restructuring charge of $1.5 million to $2.0 million.
  • Principal risks include global potash oversupply and price volatility, agricultural and oil-and-gas demand changes, adverse weather and evaporation rates, geological and operational disruptions, transportation constraints, permitting and environmental obligations, reserve-estimate uncertainty and compliance with debt covenants.
  • Environmental and reclamation exposure remains significant. The discounted reclamation liability was approximately $21.0 million, while the undiscounted obligation was approximately $54.9 million. Environmental capital spending was $8.3 million in 2013.
  • Intrepid recorded a $3.7 million lower-of-cost-or-market inventory adjustment, a $2.8 million reserve for disputed New Mexico employment tax credits and approximately $1.9 million of pension-plan termination expense.
  • The company stated that no material legal claims were outstanding at year-end and that internal control over financial reporting was effective, with an unqualified KPMG audit opinion.

Investor Verification Checklist

  • Verify the timing, cost and production ramp of the HB Solar Solution mine and the expected realization of lower unit costs.
  • Monitor potash pricing, dealer inventories, global supply additions and the effect of Uralkali and other producers’ strategies.
  • Assess whether operating cash flow and covenant-based credit availability remain sufficient as earnings decline and inventory levels remain elevated.
  • Review East and West facility recovery rates, ore grades, maintenance requirements and the completion of related projects.
  • Evaluate the sensitivity of reserves, asset carrying values and deferred tax assets to lower prices, higher costs and reduced recoveries.
  • Track environmental, permitting, reclamation and lease-renewal obligations, including potential royalty-rate increases.
  • Confirm the effect of the January 2014 workforce reduction and other cost-saving actions on recurring costs and one-time charges.
