Johnson Controls International Plc annual report, FY2012

Filing identity and reporting period

Important mismatch: The supplied document is Tyco International Ltd.’s Form 10-K, not a Johnson Controls International plc filing. It reports the fiscal year ended September 28, 2012; fiscal 2012’s fourth quarter is included in the quarterly data. The figures below describe Tyco and should not be attributed to Johnson Controls.

Tyco provided fire protection, security and life-safety products and services. On September 28, 2012, it spun off ADT and its flow-control business, which merged with Pentair, and presented both businesses as discontinued operations in all periods. Continuing operations comprised NA Installation & Services, ROW Installation & Services and Global Products.

FY 2012 revenue declined 1.5% reported, reflecting $226 million of unfavorable currency impact, divestitures and the prior year’s extra fiscal week; organic revenue increased. Operating income fell 30.2%, substantially because FY 2011 included a $224 million net divestiture gain, including a $248 million gain on the Electrical and Metal Products transaction. FY 2012 also included $104 million of restructuring and impairment charges and $111 million of asbestos-related charges.

By segment, NA Installation & Services revenue was $3.962 billion and operating income $374 million (margin 9.4%); ROW Installation & Services revenue was $4.341 billion and operating income $456 million (margin 10.5%); Global Products revenue was $2.100 billion and operating income $353 million (margin 16.8%). Cash flow from operations improved by $40 million, while working capital reduced FY 2012 operating cash flow by $489 million. Tyco redeemed $2.6 billion of debt in connection with the separation and recorded a $453 million debt-extinguishment loss. Debt as a percentage of total capital was 23.0%, versus 22.5% in FY 2011. The company reported a $1.0 billion undrawn revolving credit facility expiring in 2017 and said available cash, operating cash flow and credit capacity should meet foreseeable needs.

FY 2012’s fourth-quarter revenue was $2.728 billion. The quarter recorded a $629 million loss from continuing operations attributable to common shareholders, including the $453 million debt-extinguishment loss; discontinued operations contributed $210 million, leaving a $419 million net loss attributable to common shareholders. Comparisons are affected by the separation and the classification of businesses as discontinued operations.

Material changes, outlook and risks

  • Separation and related charges: FY 2012 pre-tax separation charges totaled $839 million, including $561 million in continuing operations; the reported total includes the $453 million debt-extinguishment charge. Total separation charges net of tax benefit were $1.093 billion. Tyco said separation-related costs could continue.
  • Accounting correction and controls: An investigation found falsified records relating to aged receivables for security contracts in one region of China and inappropriate revenue-recognition practices dating back to FY 2008. The company concluded prior-period impacts were immaterial, revised prior financial statements, and recorded a $31 million revenue reversal and $17 million reduction in operating income in FY 2012. FY 2011 revenue and operating income were reduced by $49 million and $14 million, respectively; FY 2010 by $37 million and $2 million. Management and the auditor reported effective internal control over financial reporting as of year-end.
  • Management outlook: Tyco expected FY 2013 capital expenditures to exceed FY 2012 spending and depreciation expense, and anticipated approximately $50 million of restructuring and related charges. Minimum required pension contributions were estimated at $61 million for FY 2013. No specific revenue or earnings guidance is provided in the supplied text.
  • Contingencies and unusual items: The company settled DOJ and SEC allegations involving improper payments for approximately $26 million and expected payment in FY 2013; it also agreed to ongoing compliance obligations. Recorded environmental remediation liability was approximately $50 million. Net recorded asbestos liability was $155 million, based on $401 million of estimated claims and defense costs less $246 million of insurance recoveries; estimates are uncertain. IRS disputes over pre-2007 tax years were expected to proceed to litigation in FY 2013. A $28.5 million charge for a multi-employer pension withdrawal liability was recorded and paid in FY 2012.
  • Principal risks: Cyclical construction and industrial demand, competitive pricing, foreign exchange and commodity-price exposure, customer attrition, product/system liability, cybersecurity, international compliance, tax-sharing obligations and the uncertain tax-free status of the separations. The spin-off also imposed a two-year restriction on competing with ADT in U.S. and Canadian residential and small-business security markets.

Investor verification priorities

  1. Confirm the issuer: the supplied filing is Tyco International Ltd., not Johnson Controls International plc.
  2. Review the separation’s effects on continuing versus discontinued operations, debt allocation, tax-sharing arrangements and subsequent separation adjustments.
  3. Assess whether the China receivables investigation and reported immaterial corrections affected later periods, backlog, collections or control procedures.
  4. Examine the drivers of the $453 million debt-extinguishment loss, the asbestos liability and recoveries, and the tax and litigation exposures.
  5. Compare FY 2013 actual capital spending, restructuring costs, pension contributions and operating cash flow with the filing’s stated expectations.
