Nine-month Papermaking Systems revenue grew 7%, including acquisition contributions and internal growth. Q3 Papermaking Systems margin improved to 45.1% from 44.3%, while the nine-month margin fell to 45.3% from 46.5%, primarily due to lower Stock-Preparation margins.

Material changes versus prior comparable periods

  • Q3 revenue growth was led by Wood Processing Systems acquisition revenue and stronger Doctoring, Cleaning & Filtration and Fluid-Handling sales; Stock-Preparation revenue declined 20%, mainly on weaker capital demand in China and Europe.
  • Q3 operating income increased modestly, but operating margin declined as SG&A and restructuring costs rose. Nine-month operating income and Kadant-attributable earnings increased, while the reported overall gross margin declined.
  • Nine-month results included $2.1 million of acquired inventory-profit amortization in Wood Processing Systems, completed in Q2, and $0.9 million of net restructuring costs. The prior-year period included a $1.7 million gain on a China real-estate sale.
  • Foreign-currency translation reduced other comprehensive income by $7.7 million for the first nine months; accumulated other comprehensive items shifted from a $0.7 million balance at year-end to a $6.7 million deficit.
  • The company repurchased 355,135 shares for $13.2 million in the first nine months. Treasury shares increased to 3.74 million from 3.52 million at year-end.

Outlook, commentary, risks and unusual items

Management lowered full-year 2014 guidance to revenue of $401–$403 million and GAAP diluted EPS from continuing operations of $2.47–$2.49, versus prior EPS guidance of $2.50–$2.60. Q4 guidance was revenue of $104–$106 million and diluted EPS from continuing operations of $0.72–$0.74. Management cited delayed capital shipments, weaker conditions in Europe and South America, and unfavorable currency effects; the EPS reduction also reflected $0.03 of restructuring costs. Full-year guidance included $0.17 of acquired inventory and backlog amortization and $0.06 of restructuring costs, and excluded the October 31 acquisition.

Third-quarter bookings rose 23% to $100 million, including $9 million from acquisitions; parts and consumables were 59% of bookings. North American bookings increased 22% year over year, while European bookings declined 2%. China bookings rose 38%, largely due to several large orders, but fell 33% sequentially as management noted potential softening. South American bookings declined 4% year over year. Management described North American markets as comparatively constructive, but cited uncertainty in Europe, South American weakness, and possible slowing in China.

On October 31, 2014, Kadant acquired certain U.S. screen-cylinder business assets for approximately $9.2 million in cash. Management expected $4–$5 million of capital expenditures for the remainder of 2014 and stated that existing resources, credit availability, and expected operating cash flow should meet foreseeable operating needs. Approximately $161 million of foreign earnings were intended to remain invested abroad; the company had not determined the related U.S. tax cost, and estimated foreign withholding tax on remittance was approximately $2.8 million.

Key risks include cyclical customer industries and capital spending, shipment delays and order volatility, economic and political uncertainty in Europe and China, foreign-exchange movements, customer financing and credit risk, commodity and supplier availability and costs, acquisition integration and impairment risk, and debt covenant restrictions. The filing also discusses ordinary-course legal claims and customary recourse exposure on certain transferred Chinese bank drafts; it does not quantify a material litigation loss. Management reported effective disclosure controls and no material change in internal control over financial reporting during the quarter.

Important facts for investors to verify

  • Confirm the 2014 Q3 reporting period and assess how much revenue and bookings growth came from acquisitions versus organic activity.
  • Track Stock-Preparation demand, China order conversion and shipment timing, and the disclosed weakening or uncertainty in Europe and South America.
  • Compare actual full-year results with the revised revenue and EPS guidance, including currency effects, restructuring costs, and acquired inventory amortization.
  • Monitor cash conversion, working capital and customer deposits, debt repayments, repurchases, dividends, and remaining credit-facility capacity.
  • Review acquisition integration and contingent consideration, the October screen-cylinder acquisition, and any changes in foreign-cash availability, currency exposure, or legal and customer-credit contingencies.
