Kadant Inc. — Form 10-Q Summary
Reporting period: Three months ended March 31, 2012, compared with the three months ended April 2, 2011. The filing covers first-quarter 2012; this differs from the “2011 Q1” period in the request metadata.
Business context
Kadant supplies equipment and products to the global papermaking and paper-recycling industries and makes fiber-based absorbent granules. Its continuing operations consist primarily of Papermaking Systems, plus Fiber-based Products. Approximately 60% of first-quarter sales were to customers outside the United States, principally in Europe and China.

Papermaking Systems revenue rose 19% to $80.2 million, led by stock-preparation and water-management capital equipment. Fiber-based Products revenue declined 4% to $4.0 million. Capital products increased to 44% of revenue from 34% a year earlier. Overall gross margin fell to 45.6% from 47.6%; Papermaking Systems margin declined to 45.1% from 47.4%, mainly due to the mix shift toward lower-margin capital products. Fiber-based Products margin improved to 56.3% from 50.8%. Operating margin was approximately 12.4%, compared with 11.6%.
Liquidity, debt and cash flows
At March 31, 2012, cash and cash equivalents were $42.6 million, down from $47.0 million at year-end 2011; restricted cash was $0.4 million. Working capital was $83.3 million, versus $78.5 million at year-end. Total short- and long-term obligations were $12.1 million, including $5.0 million drawn on the revolving credit facility and $7.1 million under a commercial real estate loan. The company reported $69.0 million of available committed revolver capacity and compliance with its debt covenants. Its reported weighted-average debt interest rate was 5.30%; outstanding debt was hedged with interest-rate swaps.
Operating cash use was driven in part by $8.7 million of payments against other current liabilities, including $7.7 million in incentive payments, and a $5.2 million increase in unbilled contract costs and fees. Investing activities used $0.2 million. Financing activities used $0.9 million, including $1.3 million of share repurchases. Cash flow from operations therefore turned negative despite higher earnings.
Material changes and management outlook
Management raised full-year 2012 guidance to diluted continuing-operations EPS of $2.10–$2.20 on revenue of $335–$345 million, from prior guidance of $1.95–$2.05 and $330–$340 million, respectively. For Q2 2012, it expected diluted continuing-operations EPS of $0.50–$0.52 and revenue of $83–$85 million.
Management cited strong North American mill operating rates and increased European demand for capital products, while noting weaker conditions in China: some customers delayed projects or shipments amid an economic slowdown and recently added industry capacity. The filing cautions that interim results are not necessarily indicative of full-year results.
Risks, contingencies and unusual items
- A $0.3 million charge for accelerated depreciation related to planned equipment disposal in China and a facility consolidation.
- A discontinued composites business class-action settlement: $2.6 million accrued against a maximum $5.0 million settlement cap. Additional approved claims above the reserve could affect future results; $0.7 million of legal fees and incentives was paid in April 2012.
- China order timing and customer financing, shipment deferrals, and potential excess inventory are significant uncertainties. The filing also identifies exposure to cyclical pulp-and-paper demand, international and currency risks, commodity and supplier costs, competition, and customer credit.
- Cash held by foreign subsidiaries was $36.6 million. Kadant intends to reinvest approximately $118.6 million of unremitted foreign earnings indefinitely; associated U.S. tax cost was not practicable to estimate.
- The $1.3 million unrealized loss on interest-rate swaps represents the estimated settlement amount upon early termination; default under credit arrangements could trigger termination.
- Management stated disclosure controls were effective at a reasonable assurance level and reported no material quarterly change in internal control over financial reporting.
Important facts for investors to verify
- Whether strong capital-equipment demand and raised guidance are sustained, particularly given weaker Chinese conditions and shipment deferrals.
- How quickly negative operating cash flow reverses as unbilled contract costs are billed and collected and incentive payments normalize.
- Whether the lower Papermaking Systems gross margin persists as capital products form a larger share of sales.
- Final claims and payments under the composites settlement relative to the $2.6 million accrual and $5.0 million cap.
- Debt-facility renewal or refinancing needs ahead of the revolving facility’s February 2013 maturity, and continued covenant compliance.
