Q3 sales declined primarily because of lower unit volume and customer trade-downs from higher-priced products, which more than offset prior price increases. U.S. sales were $642.9 million and international sales were $34.4 million. Dealer sales were $350.0 million, retailer sales were $214.0 million and builder sales were $78.9 million.
Gross margin improved from 30.9% to 35.1% in Q3 due to cost-reduction actions, commodity cost deflation, $2.0 million of tornado-related insurance recoveries and $3.0 million of accumulated medical rebates, partly offset by labor inflation. Operating income benefited from lower selling, general and administrative expenses and lower restructuring charges.
Cash flow, debt and liquidity
- Cash provided by operating activities was $336.5 million for the first 39 weeks, compared with $117.9 million in the prior-year period.
- Working capital released cash, including $60.1 million from accounts receivable and $103.9 million from inventories. Inventory declined to $269.4 million from $373.1 million at December 25, 2022.
- Capital expenditures were $21.4 million, resulting in cash used in investing activities of $21.1 million.
- Financing activities used $292.1 million, including $327.5 million of debt repayments, $15.6 million of share repurchases and $55.0 million of debt issuance.
- Cash increased to $122.5 million at September 24, 2023 from $101.1 million at December 25, 2022.
- Total debt, net of debt issuance costs, was $707.5 million, consisting primarily of $699.3 million of long-term debt and $8.2 million of current debt. The revolving credit facility had no outstanding balance.
- The company made $28.1 million of term-loan payments in Q3, including accelerated payments, and stated that it was in compliance with all debt covenants.
- The credit agreement includes variable SOFR-based interest rates, a maximum net leverage covenant that ultimately declines to 3.25-to-1.0 in January 2025, and a minimum interest coverage ratio of 3.0-to-1.0.
Material changes versus the prior comparable period
- Sales fell 21.1% in Q3 and 17.7% for the first 39 weeks, reflecting weaker volume, trade-downs and unfavorable foreign currency effects.
- Operating income increased despite lower sales, primarily from pricing carryover, cost reductions, commodity and transportation deflation, lower distribution and commission costs, and the absence of the prior-year $26.0 million asset impairment charge.
- Q3 interest expense was $15.3 million and year-to-date interest expense was $49.9 million, compared with none in the prior-year periods because third-party debt was incurred at separation.
- Q3 effective tax rate decreased to 23.4% from 33.3%; the year-to-date rate decreased to 25.4% from 27.8%.
- Restructuring charges decreased to $1.4 million in Q3 and $4.1 million year to date, compared with $9.6 million and $10.9 million, respectively.
- The company repurchased 942,918 shares for $11.5 million in Q3 and 1.35 million shares for $15.9 million year to date. Approximately $34.1 million remained authorized under the $50.0 million program.
Guidance, outlook, risks and unusual items
The filing does not provide a clear quantitative revenue, earnings or margin outlook. Management stated that cash, operating cash flow and available credit facilities are expected to fund typical working capital needs and projected capital expenditures, and that the company expects to remain in compliance with its debt covenants for the foreseeable future.
- The January 2023 tornado at the Jackson, Georgia facility caused $9.4 million of first-quarter costs, partially offset by $4.2 million of insurance proceeds through September 24. No costs were incurred in Q2 or Q3, and a further $3.2 million final insurance payment was recognized in Q4 after the reporting date.
- The company faces housing-market, consumer-demand, inflation, interest-rate, commodity-cost, labor-cost, supply-chain, foreign-exchange and competitive risks.
- A Mexican tax authority assessment of approximately $54.9 million remains under appeal. Management believes the risk of loss is remote and the ultimate amount is not estimable.
- Future impairment charges remain possible for goodwill and indefinite-lived tradenames if operating conditions or forecasts deteriorate.
- Tax-law changes, tax audits, pension funding requirements and the transition from Fortune Brands services may affect future earnings, cash flow and costs.
- Management reported effective disclosure controls and no material changes in internal control over financial reporting during the quarter.
Most important facts for investors to verify
- Whether lower housing-related demand and trade-down activity persist and continue to pressure sales volume.
- Whether cost reductions, pricing, commodity deflation and operational improvements can sustain the Q3 margin expansion.
- The pace of required and discretionary term-loan repayments, variable-rate interest expense and compliance with leverage and interest-coverage covenants.
- The comparability of 2022 results given Fortune Brands corporate-cost allocations and the company’s ongoing standalone public-company costs.
- The final resolution and potential financial impact of the Mexican tax assessment and any related audits.
- Whether additional insurance recoveries, impairment charges or restructuring costs arise after the reporting date.
