SG&A rose to 26.4% of sales in Q2 from 21.3%, primarily because of $24.8 million of nonrecurring separation costs and increased sales and marketing investment. Six-month separation costs were $34.5 million.
Six-month segment sales and segment margins were: Enclosures $509.7 million and 17.4%; Thermal Management $286.9 million and 22.3%; and Electrical & Fastening Solutions $285.0 million and 25.5%. Thermal Management produced the strongest margin improvement, while Enclosures and Electrical & Fastening Solutions experienced margin pressure from inflation and mix.
Cash Flow, Debt, Liquidity, and Balance Sheet
- Six-month operating cash flow was $81.6 million, down from $125.1 million in the prior-year period. Free cash flow was $74.2 million versus $110.1 million.
- Capital expenditures were $9.7 million in the first six months. Management expects approximately $40 million of fiscal 2018 capital expenditures, primarily for manufacturing capacity, new products, and maintenance.
- Cash and cash equivalents were $91.5 million at June 30, 2018, compared with $26.9 million at December 31, 2017. Cash included $8.9 million held in countries where repatriation is restricted or may have significant tax consequences.
- Total debt was $994.0 million, net of issuance costs and discounts, consisting principally of $300 million of 3.950% notes due 2023, $500 million of 4.550% notes due 2028, and a $200 million term loan due 2023. The $600 million revolving facility had no outstanding borrowings.
- Debt agreements include a maximum net debt-to-EBITDA ratio of 3.75 to 1.00 and a minimum EBITDA-to-interest ratio of 3.00 to 1.00. nVent reported compliance with all financial covenants at June 30, 2018.
- Current assets were $819.7 million and current liabilities were $387.4 million. Outstanding bonds, letters of credit, and bank guarantees totaled $73.4 million.
Material Changes Versus the Prior Comparable Period
- Revenue growth was driven by Enclosures, which increased sales 9.2% in Q2 and 10.7% year to date, and Electrical & Fastening Solutions, which increased sales 6.4% and 5.8%, respectively. Thermal Management sales declined 0.6% in Q2 and increased only 0.6% year to date.
- Operating income declined 27.0% in Q2 and 16.7% year to date, while net income declined 38.8% and 24.1%, respectively. The principal factors were separation costs, higher SG&A, increased interest expense following the new debt financing, inflation in raw materials, labor and freight, and weaker energy-related demand.
- Gross margin decreased 50 basis points in Q2 and 60 basis points year to date. Energy weakness reduced fixed-cost leverage, while lean and supply-management savings and pricing actions provided partial offsets.
- Net interest expense increased to $9.3 million in Q2 and $9.9 million year to date from minimal amounts in 2017 because of the post-separation capital structure.
- Restructuring costs decreased to $2.3 million in Q2 and $5.1 million year to date, compared with $3.7 million and $13.0 million, respectively, in the prior-year periods.
- Comprehensive income was $2.5 million in Q2 and $56.4 million year to date, materially below net income because of foreign-currency translation losses.
Outlook, Management Commentary, Risks, and Unusual Items
Management’s 2018 objectives include differentiated revenue growth through new products and market expansion, operating improvements through lean and supply-management initiatives, technology investment, and global talent development. Management expects restructuring actions to contribute to margin growth and expects approximately $40 million of 2018 capital expenditures. The filing does not provide a specific revenue, earnings, or margin guidance range.
- Raw-material, labor, freight, commodity, and tariff-related inflation remains a significant risk. Pricing actions and productivity savings may not fully offset cost increases.
- Energy-related capital spending has slowed, affecting both consolidated results and Thermal Management performance. Demand is seasonal, particularly for Thermal Management products.
- Key risks include executing the separation and operating independently, integrating and financing acquisitions, currency volatility, competition and pricing pressure, global economic conditions, housing and related markets, backlog execution, product acceptance, tax-law changes, litigation, and regulatory developments.
- Adoption of new revenue guidance increased the proportion of revenue recognized over time, principally for certain custom Enclosures products, but the reported income statement impact was not material. The company had $58.2 million of remaining performance obligations on contracts with original terms exceeding one year.
- Adoption of the intra-entity asset-transfer tax standard produced a $174.5 million cumulative reduction to beginning 2018 equity. The company also recorded a $1.8 million cumulative effect from revenue-standard adoption.
- nVent continued to evaluate U.S. tax reform measurement-period items; no additional adjustments were recorded during the quarter. The filing reports $21.2 million of uncertain tax positions at June 30, 2018.
- The company authorized up to $500 million of share repurchases on July 23, 2018 and declared a quarterly dividend of $0.175 per share. These actions occurred after the reporting date.
