OMNICOM GROUP INC. quarterly report, Q3 FY2021

Omnicom Group Inc. — Q3 2021 Form 10-Q Summary

Business context and reporting period

Omnicom is a global provider of advertising, marketing and corporate communications services through agency networks serving advertising, customer relationship management, public relations and healthcare clients. This unaudited Form 10-Q covers the three and nine months ended September 30, 2021, compared with the corresponding 2020 periods.

Management reported continued recovery from the COVID-19-related reduction in client spending. Revenue growth reflected increased client spending across disciplines and geographies, favorable foreign currency translation and recovery in experiential and other businesses, partly offset by the 2021 sale of ICON International.

Q3 operating expenses increased 7.0% to $2,893.4 million, while salary and service costs increased 7.6%. Nine-month operating expenses increased only 5.1%, benefiting from the absence of the $277.9 million of COVID-19 repositioning costs recorded in 2020 and the $50.5 million gain on the sale of ICON recorded in 2021.

At September 30, 2021, cash and cash equivalents were $4,431.2 million, total debt was $5,281.9 million, and net debt was $850.7 million, compared with $210.7 million at December 31, 2020. Approximately $2.0 billion of cash was held by foreign subsidiaries, generally available subject to withholding taxes on repatriation.

Material changes versus the prior comparable period

  • Q3 revenue increased $228.5 million, primarily from 11.5% organic growth and a 1.6% foreign exchange benefit. Acquisition revenue net of dispositions reduced revenue by 5.9%, principally because of the sale of ICON.
  • Q3 regional revenue increased in Europe by 17.1%, Asia-Pacific by 23.9% and Latin America by 17.7%; North America declined 1.8% because ICON-related disposition effects more than offset organic growth.
  • All reported disciplines grew organically in Q3 except that reported advertising revenue declined $7.0 million, while CRM Precision Marketing increased $72.3 million and CRM Experiential increased $44.6 million.
  • Nine-month operating profit increased $591.3 million. The improvement reflects revenue recovery, prior-year cost reductions, the absence of 2020 COVID-19 repositioning charges and the ICON gain.
  • Net income attributable to Omnicom increased 81.2% for the nine months, and diluted EPS increased to $4.58 from $2.53. The company stated that the after-tax ICON gain and debt-extinguishment loss together increased nine-month net income by $31.0 million and diluted EPS by $0.14.
  • Omnicom issued $800 million of 2.60% senior notes due 2031 and used the proceeds plus cash to redeem $1.25 billion of 3.625% senior notes due 2022. The refinancing generated a $26.6 million loss on extinguishment in interest expense but reduced leverage.
  • The company resumed share repurchases. Nine-month repurchases totaled $273.2 million, and Q3 purchases totaled 2,305,440 shares at an average price of $74.23 per share.

Cash flow, liquidity and debt

  • Operating cash flow was $238.6 million for the first nine months of 2021, versus negative $661.4 million in 2020. Operating capital used $1,010.7 million, primarily reflecting working-capital timing.
  • Investing activities provided $48.1 million, including $116.6 million of proceeds from dispositions and other activities, partly offset by $42.6 million of capital expenditures and $25.9 million of acquisition payments.
  • Financing activities used $1,338.4 million, including $443.0 million of common dividends, $273.2 million of share repurchases and $1.25 billion of debt repayments, partly offset by $791.7 million of net debt issuance proceeds.
  • Omnicom had no borrowings under its $2.5 billion revolving credit facility, $915.6 million of uncommitted credit lines or commercial paper at September 30, 2021. It also had capacity to issue up to $2.0 billion of commercial paper.
  • The credit facility leverage covenant was temporarily increased to 4.0 times through December 31, 2021. Omnicom reported a leverage ratio of 2.2 times at September 30, 2021 and was in compliance.
  • Management believes available liquidity and operating cash flow are sufficient for near-term working-capital and discretionary requirements, but noted that credit-market disruptions could limit commercial paper or other financing access.

Guidance, outlook, risks and unusual items

  • Based on October 15, 2021 exchange rates, management expected foreign exchange to reduce Q4 revenue by approximately 1% and increase full-year revenue by approximately 2%.
  • Net acquisition and disposition activity was expected to reduce Q4 revenue by approximately 7% and full-year revenue by approximately 4%. Full-year organic growth was expected to be marginally below the nine-month rate, while full-year operating margin was expected to improve slightly from the nine-month level.
  • COVID-19 remained a material uncertainty. Management expected economic performance and business results to vary by geography and discipline while the pandemic continued to affect client spending.
  • Remaining COVID-19 repositioning liabilities were $49.2 million at September 30, 2021 and were expected to be substantially paid by year-end.
  • The company recorded a $50.5 million pretax gain on the ICON disposition. Management does not expect the sale to materially affect ongoing results or financial position and expects limited disposition activity going forward.
  • Q3 income tax expense benefited by $11.7 million, primarily from favorable settlements of uncertain tax positions. Unrecognized tax benefits totaled $174.6 million, of which approximately $166.9 million could affect the effective tax rate upon resolution.
  • Goodwill totaled $9,601.5 million. The June 30, 2021 impairment test found no impairment; however, management cautioned that changes in revenue growth, margins, discount rates, economic conditions or other assumptions could produce future impairment charges.
  • Key risks include reductions or delays in client spending, client payment defaults, media-purchase and production-cost exposure, competition, retention of key personnel, foreign exchange movements, reliance on information technology, regulatory changes, international operations and COVID-19-related economic volatility.
  • Legal proceedings were described as ordinary-course matters not currently expected to have a material adverse effect. Management reported no material changes to previously disclosed risk factors and concluded that disclosure controls and internal control over financial reporting were effective.
