Material changes versus the prior comparable period

  • Q3 revenue was reduced by $216.4 million from net acquisition and disposition activity, primarily the disposition of a specialty print media business, partially offset by $105.9 million of organic growth and $38.9 million of favorable foreign exchange.
  • For nine months, organic growth was 3.5%, but foreign exchange reduced revenue by $59.2 million and net acquisition/disposition activity reduced revenue by $412.8 million.
  • Q3 regional revenue declined 6.5% in North America and 1.8% in Asia Pacific, while Europe increased 8.4% and Latin America increased 4.6%. Nine-month revenue declined 4.2% in North America and increased in Europe, Asia Pacific and Latin America.
  • Q3 operating expenses decreased 2.5%, and nine-month operating expenses decreased 1.1%, supporting margin expansion. Management attributed the improvement to cost management, operational efficiency, business mix and disposition activity.
  • Net interest expense increased $4.4 million in Q3 and $4.2 million for the nine months, primarily from higher rates and reduced benefits from fixed-to-floating swaps.
  • The effective tax rate declined to 31.6% in Q3 and 31.1% for the nine months, partly due to a $19.5 million tax benefit from adopting ASU 2016-09 on share-based compensation.
  • Goodwill increased to $9.323 billion from $8.976 billion at December 31, 2016, substantially reflecting foreign-currency translation and acquisition-related items. The June 30, 2017 impairment test identified no goodwill impairment.

Guidance, outlook, commentary, risks and unusual items

Management expects 2017 organic revenue growth, excluding foreign exchange, to be modestly above weighted-average nominal GDP growth in its major markets. Based on completed transactions, management expects net acquisition and disposition activity to reduce full-year revenue by approximately 4%. Assuming October 16, 2017 exchange rates remain unchanged, foreign exchange was expected to increase fourth-quarter revenue by approximately 2%, resulting in a slight full-year increase.

Management expects operating cash flow to fund non-discretionary requirements and planned discretionary spending over the next twelve months, supported by cash, credit facilities, commercial paper capacity and capital-market access. Liquidity remains sensitive to seasonal working-capital needs, client payment patterns and credit-market conditions.

Key risks include weaker global or regional economic conditions, reduced client spending, delayed client payments, client concentration and credit risk, media and production commitments made on behalf of clients, foreign exchange volatility, higher interest rates, competitive pressures, talent retention, technology and regulatory risks, and potential conflicts of interest. The company noted continuing economic and political uncertainty in Europe and Latin America, including Brexit-related uncertainty and weakness in Brazil.

Two subsidiaries received subpoenas from the U.S. Department of Justice Antitrust Division regarding video production and post-production practices. Omnicom is cooperating and does not currently expect a material adverse effect, although the ultimate outcome could differ and be material.

The company adopted ASU 2016-09 and ASU 2016-16 on January 1, 2017, and adopted ASU 2017-04 for its June 30 goodwill test. It expects to adopt the new revenue-recognition standard, ASU 2014-09, on January 1, 2018, currently expecting full retrospective application. The company expects some acceleration of performance-incentive revenue recognition but does not expect the overall impact to be material based on its initial assessment.

Investor verification checklist

  • Verify whether organic growth continues to offset the approximately 4% full-year revenue drag from dispositions and other portfolio changes.
  • Monitor North American performance, CRM revenue trends, and the sustainability of margin expansion.
  • Reconcile operating cash flow with earnings and track normalization of the $1.327 billion working-capital use.
  • Assess net debt, cash balances, commercial-paper funding and covenant headroom as seasonal cash requirements develop.
  • Evaluate exposure to foreign exchange, interest-rate changes and client credit deterioration.
  • Follow the DOJ antitrust investigation and any related legal, financial or reputational consequences.
  • Review the final implementation impact and presentation changes from ASU 2014-09 and ASU 2017-07.
