Orchid Island Capital, Inc. — 2023 Form 10-K
Reporting period: Fiscal year ended December 31, 2023. This is an annual report, not a standalone quarterly filing; selected fourth-quarter results are included below. Orchid is an externally managed mortgage REIT investing primarily in agency residential mortgage-backed securities (RMBS), financed mainly through repurchase agreements.
Financial and operating performance
| Metric | 2023 | 2022 |
|---|---|---|
| Interest income | $177.6 million | $144.6 million |
| Interest expense | $201.9 million | $61.7 million |
| GAAP net interest income (expense) | $(24.3) million | $82.9 million |
| Net portfolio loss | $(20.7) million | $(241.0) million |
| Operating expenses | $18.5 million | $17.4 million |
| Net loss | $(39.2) million; $(0.89) per share | $(258.5) million; $(6.90) per share |
| Economic net interest income (non-GAAP) | $67.9 million | $96.5 million |
| Average RMBS yield / GAAP funding cost | 4.28% / 5.07% | 3.45% / 1.53% |
Economic net interest income adjusts for the period’s effects of selected derivative hedges; it is a non-GAAP measure and should not be treated as a substitute for GAAP results. The company attributed the sharp rise in GAAP interest expense to a 354-basis-point increase in average funding cost, partly offset by lower average borrowings. Interest income rose as average asset yield improved, despite a modest decline in average RMBS holdings.
Fourth quarter: GAAP net income was $27.1 million, compared with a $80.1 million loss in the third quarter of 2023 and $34.9 million of income in fourth-quarter 2022. Fourth-quarter economic net interest income was $22.4 million; GAAP net interest expense was $2.8 million. The quarterly average RMBS yield was 4.71%, GAAP funding cost 5.15%, and economic funding cost 2.67%.
Balance sheet, cash flow and capital
- At year-end, RMBS fair value was $3.894 billion, versus $3.540 billion a year earlier; the portfolio’s weighted-average coupon was 4.30%. Nearly all holdings were fixed-rate pass-through RMBS.
- Repurchase-agreement borrowings were $3.706 billion, secured by securities with estimated fair value of $3.900 billion. Their weighted-average borrowing rate was 5.55%, with a 26-day weighted-average remaining maturity.
- Stockholders’ equity was $469.9 million and total assets were $4.265 billion. Economic leverage was 6.7:1 and adjusted leverage 7.9:1, both higher than year-end 2022 (6.3:1 and 7.7:1, respectively).
- Cash and cash equivalents were $171.9 million; unrestricted cash plus unpledged securities available for liquidity totaled approximately $200.4 million. The company reported $28.4 million of restricted cash. It had met all margin-call requirements at year-end.
- Net cash provided by operating activities was $8.0 million; investing activities used $441.1 million and financing activities provided $396.1 million. Cash, cash equivalents and restricted cash ended at $200.3 million, down from $237.2 million.
- The company issued 15.88 million shares through its at-the-market program for $159.4 million net proceeds and repurchased 1.07 million shares for approximately $9.4 million during 2023.
Changes, outlook and material risks
- Year-over-year: The net loss narrowed substantially from 2022, when severe RMBS fair-value losses drove results. In 2023, interest income increased, but higher repo costs caused GAAP net interest income to turn negative. Derivative gains helped offset RMBS losses; total reported gains on derivatives were $45.2 million, while realized and unrealized RMBS and Treasury losses totaled $41.6 million.
- Portfolio actions and market commentary: Management said it reduced leverage and increased hedges amid early fourth-quarter rate and market volatility. It cut its 30-year fixed-rate 3.0% coupon holdings by about 40% and added a modest 7.0% coupon position. Management reported that the portfolio had not grown since early November and that hedges remained high relative to funding.
- Outlook: Management expects earnings to benefit if the Federal Reserve reduces rates, stating that current hedges should offset higher funding levels sufficiently to support a net interest margin consistent with the then-current dividend. It also said the portfolio could be expanded without additional equity capital, given leverage was at the low end of its historical range. These are expectations, not formal earnings guidance. Management highlighted uncertainty over the timing and extent of rate cuts, inflation, economic growth, mortgage spreads and agency RMBS demand.
- Distribution: Dividends declared declined to $1.80 per share in 2023 from $2.475 in 2022. The company declared $0.12 per share for each of February and March 2024. It has no minimum distribution commitment; future payments are discretionary and depend on earnings, liquidity, taxable income and other factors.
- Principal risks: Rising or inverted rates can pressure asset values and funding spreads; slower or faster mortgage prepayments can alter RMBS cash flows and hedge effectiveness. Short-term repo funding creates renewal, haircut and margin-call risks that could force asset sales. Other material exposures include mortgage-spread widening, valuation uncertainty, derivative and counterparty risk, and maintaining REIT and Investment Company Act exemption requirements.
- Governance and unusual matters: The company is externally managed by an affiliate; management fees are not performance-based, and termination without cause entails a substantial fee. The financial statements received an unqualified audit opinion, and management and the auditor reported effective internal control over financial reporting. The auditor identified valuation of RMBS as a critical audit matter because fair values rely on pricing sources, broker quotes and management judgment. The filing reported no material pending legal proceedings or known contingencies.
Important facts for investors to verify
- Whether GAAP and economic interest results, together with hedge performance, support the current dividend as repo funding costs and interest rates change.
- Current liquidity, collateral haircuts, repo counterparties and near-term refinancing needs, given the 26-day average remaining repo maturity at year-end.
- RMBS fair-value assumptions and sensitivity to rate changes, mortgage-spread widening and prepayment speeds; management’s modeled sensitivities are estimates and may differ materially from realized results.
- The effects of share issuance and repurchases on per-share book value, and the sustainability of distributions relative to REIT taxable income and cash generation.
- Management’s related-party arrangements, including fee terms, conflicts of interest and the cost of terminating the management agreement.
