Active customers reached 2.249 million, compared with 1.678 million a year earlier. Total orders placed increased to 1.951 million in Q3 and 6.350 million for the nine months. Average order value increased to $320 in Q3 and $303 for the nine-month period, compared with $276 and $263, respectively, in 2021.

Cash flow, liquidity and debt

  • Cash and cash equivalents were $244.0 million at September 30, 2022, up from $218.5 million at December 31, 2021.
  • Working capital was $328.0 million, compared with $279.6 million at year-end 2021.
  • Operating cash flow was $34.5 million for the first nine months, down from $68.4 million in the prior-year period, primarily because of lower earnings and unfavorable working-capital changes.
  • Inventory increased to $213.3 million from $171.3 million at December 31, 2021. Management stated that demand weakened materially during the second and third quarters, creating elevated inventory risk.
  • Capital expenditures were $3.9 million for the nine months, primarily related to fulfillment-center expansion.
  • The company had no borrowings outstanding under its $75.0 million revolving credit facility. The facility matures in March 2026, is secured by substantially all assets, contains customary financial and operating covenants, and prohibits cash dividends.
  • Management believes cash, operating cash flow and available borrowing capacity will satisfy anticipated needs for at least the next 12 months, while noting that this assessment could prove incorrect.

Material changes versus the prior comparable period

  • Sales growth was accompanied by weaker profitability: Q3 operating margin declined to 5.5% from 7.9%, and nine-month operating margin declined to 7.4% from 11.3%.
  • Gross margin decreased 210 basis points in Q3 and 50 basis points for the nine months. Management cited lower full-price sales, deeper markdowns and routine inventory adjustments, partly offset by a higher owned-brand mix and favorable category mix.
  • Selling and distribution expense increased 21.2% in Q3 and 51.9% for the nine months, driven by higher shipment volumes, returns, carrier rates, fuel surcharges, merchant processing fees and customer-service costs.
  • Fulfillment expense increased 39.8% in Q3 and 50.6% for the nine months, reflecting higher units processed, returns, wages and fulfillment-network expansion.
  • Marketing expense declined 5.0% in Q3 because of lower brand-activation spending, but increased 31.2% for the nine months as the company invested in performance marketing and events, including #REVOLVEfestival and other in-person initiatives.
  • The effective tax rate increased to 26.0% in Q3 and 23.3% for the nine months, compared with 13.9% and 3.5%, respectively, primarily because of reduced excess tax benefits from stock-option exercises.
  • Returns reserve increased to $72.3 million from $49.3 million at year-end 2021. Management attributed elevated returns partly to product mix and customer behavior as pandemic restrictions eased.
  • Operating cash flow and free cash flow declined substantially for the nine-month period despite higher sales, reflecting inventory and other working-capital investment, higher taxes and lower earnings.

Guidance, outlook, commentary, risks and unusual items

The filing does not provide a clear quantitative revenue or earnings outlook. Management expects continued investment in inventory, fulfillment infrastructure, technology, international markets and customer acquisition. It also expects operating expenses, including general and administrative costs, to increase in the near term and states that marketing may periodically exceed historical levels as a percentage of sales.

  • Management identified weakening consumer demand in the second and third quarters, elevated inventory, higher markdowns and increased returns as significant near-term pressures.
  • Inflation, wage increases, freight costs, fuel surcharges, supply-chain disruption, China-related lockdowns, tariffs, foreign exchange movements and Russia’s war against Ukraine may pressure costs, demand and margins.
  • COVID-19 remains a source of uncertainty, including potential restrictions, supply-chain disruption, changes in consumer behavior and cancellation of in-person marketing events.
  • A $5.7 million accrual was recorded in general and administrative expense for a pending copyright-related matter following a March 2022 cease-and-desist letter. The matter had not proceeded to litigation as of the filing date, and the estimate may change.
  • No material off-balance-sheet arrangements were reported. Management stated that no other current legal or tax matters were expected to have a material adverse effect, although litigation outcomes remain uncertain.
  • Disclosure controls and procedures were reported effective as of September 30, 2022, with no material change in internal control over financial reporting during the quarter.
  • The dual-class structure gives Class B shares ten votes per share. The co-chief executive officers and an affiliated entity collectively controlled approximately 89% of voting power as of September 30, 2022.

Important facts for investors to verify

  • Whether inventory can be reduced without materially greater markdowns, write-downs or gross-margin deterioration.
  • Whether return rates, shipping costs, fulfillment costs and carrier surcharges stabilize or continue to outpace sales growth.
  • Whether customer growth and higher average order value persist as discretionary spending faces inflation and recession risks.
  • The conversion of operating earnings into cash, particularly given the decline in nine-month operating cash flow and free cash flow.
  • The ultimate cost and resolution of the pending copyright matter and any additional legal exposure.
  • The sustainability and return on investment of expanded marketing, event spending, owned-brand investment and international expansion.
  • Compliance with the revolving-credit facility’s covenants and the company’s stated assessment of liquidity sufficiency.
  • The effects of supply-chain concentration in China, potential tariffs, currency movements and evolving privacy, consumer-protection and data-security requirements.
