Balance sheet, cash flow and capital allocation
- Cash and cash equivalents were $436.1 million at September 30, down from $446.4 million at June 30, 2015. Approximately $410.1 million was held by non-U.S. subsidiaries; repatriation would incur significant tax liabilities.
- Total debt was $95.0 million: $10.0 million current and $85.0 million long-term. No revolver balance was outstanding at quarter-end; the company drew $33 million after quarter-end. The credit facility requires a maximum leverage ratio of 2.50:1 and minimum liquidity of $225 million.
- Operating cash flow of $47.7 million was offset by $1.8 million of investing outflows and $56.2 million of financing outflows, including $53.8 million paid for share repurchases and $2.5 million of principal repayment.
- Quarter-end current assets were $564.6 million and current liabilities $63.3 million. The company said cash, operating cash generation and available credit should meet working-capital and capital-expenditure needs for at least 12 months.
- The company repurchased 1.87 million shares for $63.3 million in the quarter. It subsequently completed the $100 million authorization and the board approved a new $50 million program on November 6, 2015. No cash dividends were planned for the foreseeable future.
Material changes and management commentary
- Enterprise Technology revenue rose 12% to $48.0 million, supported by UniFi adoption, particularly in EMEA. Service Provider Technology revenue fell 4% to $103.4 million.
- Geographically, EMEA revenue increased 20% to $60.5 million; South America declined 29% to $22.1 million, which management attributed primarily to weaker demand, economic instability and U.S. dollar strength. North America was approximately flat.
- Gross margin improved partly because of product mix and the prior-year $5.5 million purchase-commitment termination charge. The company also began capitalizing manufacturing overhead, reducing current-quarter cost of revenue by $944,000; this accounting change should be considered in comparisons.
- Management expects research and development spending to rise as it invests in new and existing products. It provided no specific revenue or earnings guidance and cautioned that quarterly results are not necessarily indicative of future periods.
Risks, contingencies and unusual items
- BEC fraud: The fraud involved $46.7 million in transfers. The company reported cumulative recoveries of $16.7 million, including an $8.6 million recovery secured by court order in the quarter; $6.0 million of that recovery remained receivable at quarter-end. It was pursuing the remaining $30.0 million, but further recovery and insurance coverage were not assured.
- Financial controls: Management concluded disclosure controls were ineffective because of material weaknesses in internal controls. The weaknesses contributed to the company’s inability to prevent and timely detect the fraud. Remediation was ongoing; management said the weaknesses had not caused a material misstatement in the September 30 financial statements.
- Legal: An appeal continued in shareholder class-action litigation dismissed with prejudice in 2014. The company could not estimate a possible loss.
- Other exposures: Unrecognized tax benefits were approximately $20.6 million. The company also disclosed $11.6 million of inventory purchase obligations and $6.1 million of other obligations, primarily R&D commitments. Risks include distributor and channel concentration (distributors accounted for 98% of revenue), limited visibility into end-market demand, competition, reliance on contract manufacturers and suppliers, foreign-market conditions, and cybersecurity threats.
Important facts for investors to verify
- Whether the remaining BEC funds are recovered, whether any insurance applies, and whether related recovery receivables are collected.
- Progress in remediating material weaknesses and the effect of ineffective controls on reporting reliability and fraud prevention.
- Whether gross-margin gains persist after considering product mix, the prior-year termination charge and newly capitalized overhead.
- Subsequent borrowing, cash deployment and covenant headroom after the post-quarter $33 million revolver draw and completion of the $100 million repurchase program.
- Trends in South America, EMEA, distributor inventories and end-customer demand, alongside the concentration of cash in foreign subsidiaries and associated repatriation taxes.
