Material changes versus prior comparable periods

  • Q2 revenue rose 52.0% year over year; six-month revenue increased 38.9%. Data-center revenue rose 65.4% in Q2 and 55.8% for the half, driven primarily by demand for 40-Gbps transceivers. CATV revenue increased 54.3% in Q2 and 39.5% for the half, reflecting higher sales of newly designed products.
  • FTTH revenue fell 58.4% in Q2 and 73.5% for the half, mainly because of reduced demand from a major customer. Data center accounted for 59.7% of Q2 revenue; CATV accounted for 33.1%.
  • Gross margin declined 0.6 percentage points in Q2 and 1.0 point for the half, which management attributed primarily to product mix in data-center and CATV products. Operating expenses rose in dollars but declined as a share of sales, supporting higher operating margins.
  • Interest expense increased with new borrowing. Other income included a $0.8 million unrealized foreign-exchange gain in Q2; the six-month total included a $0.9 million unrealized foreign-exchange gain. These items benefited reported earnings and may fluctuate.
  • Operating cash flow weakened despite higher net income, principally because inventory increased by $19.7 million during the six months. Capital spending and construction also increased investing outflows.

Outlook, commentary, risks, and unusual items

  • Management said existing cash and operating cash flows should meet anticipated cash needs for the next 12 months. No specific revenue or earnings guidance was provided; future capital needs depend on growth, R&D, product launches, and manufacturing expansion.
  • AOI is expanding its Sugar Land campus. A construction facility provides up to $22.0 million; no amount was drawn at June 30, and $5.1 million was held in restricted cash for construction.
  • On July 14, 2015, AOI established a $40 million at-the-market stock offering and began sales in July. Through August 5, gross sales were $3.3 million, with $36.7 million remaining. The company had also registered up to $140 million of securities for potential future offerings.
  • Important risks include customer concentration (top ten customers represented 90.5% of Q2 and 89.8% of six-month revenue), reliance on purchase orders rather than long-term customer contracts, demand and product-cycle volatility, inventory obsolescence, manufacturing capacity and qualification risks, and competition. The company also faces foreign-exchange exposure and variable-rate debt risk; it reported no hedging of these exposures.
  • Debt agreements impose financial and operating covenants and secure substantially all U.S. assets. Management reported covenant compliance at quarter-end. Contractual obligations included $60.6 million of debt, $2.7 million of bank acceptance payables, and $14.5 million of operating leases.
  • No material pending legal proceedings were reported. Management concluded disclosure controls were effective as of June 30, 2015. The filing states there were no off-balance-sheet arrangements.

Most important facts for investors to verify

  • Whether data-center and CATV growth continues, and whether FTTH demand remains weak or recovers.
  • Customer concentration and the effect any change in orders from major customers could have on revenue.
  • Inventory levels, working-capital conversion, and whether operating cash flow improves as production and sales grow.
  • Debt maturities, borrowing availability, covenant headroom, and the impact of variable rates and foreign currencies.
  • Gross-margin trends and the extent to which reported earnings rely on foreign-exchange gains or other non-operating items.
  • Shares sold and potential dilution under the ATM offering and the broader securities registration statement.
