Revenue increased 27% in Q2 and 48% for the six-month period. Six-month operating costs and expenses declined 3% to $75.4 million despite higher patent amortization and administrative costs; lower inventor royalties and contingent legal fees helped. Six-month operating cash flow was $63.4 million, versus $25.1 million a year earlier.

At June 30, cash and cash equivalents were $296.9 million, short-term investments $132.5 million and noncurrent investments $1.5 million; Acacia reported total cash and investments of $430.9 million and working capital of $404.2 million. The company reported no long-term debt or committed credit lines. Cash and cash equivalents were down $17.9 million from year-end, chiefly reflecting acquisition and patent spending, partly offset by operating cash flow and equity proceeds.

Material changes versus the prior comparable period

  • Acacia paid approximately $160 million for ADAPTIX, including $10 million of acquired cash; $150 million was reported as the net cash outflow. The preliminary allocation included $150 million of acquired patents and $36.2 million of goodwill, offset by a $36.2 million deferred tax liability. Acquisition valuation estimates were still being finalized.
  • Patent and patent-rights acquisition costs, excluding ADAPTIX, were $40.4 million in the first half, compared with $1.8 million a year earlier. Acacia added 32 portfolios in the first half.
  • A February private placement generated approximately $219.0 million net from 6.122 million shares. Shares outstanding were 49.7 million at June 30, versus 42.9 million at December 31, 2011.
  • Patent amortization rose to $10.5 million for the first half, including $7.0 million related to ADAPTIX. Marketing, general and administrative expense rose 40% to $25.6 million, including $11.1 million of non-cash stock compensation.

Outlook, commentary and risks

Management said cash, investments, anticipated operating cash flow and other available external sources should meet cash requirements through at least August 2013. No earnings or revenue guidance was provided. Management cautioned that revenue can fluctuate substantially with licensing agreements, program maturity and enforcement outcomes.

Customer concentration was significant: one licensee generated 72% of Q2 revenue; four licensees generated 36%, 24%, 13% and 12% of first-half revenue. Two licensees represented approximately 65% of quarter-end receivables. Patent enforcement entails variable legal costs and risks of adverse rulings, regulatory changes, sanctions or awards of opposing parties’ legal fees; such liabilities could be material. Management stated that ordinary-course claims were not expected to materially affect the company. The filing also identifies market risk in equity investments and interest-rate sensitivity in fixed-income holdings. Management reported effective disclosure controls and no material quarterly change in internal control over financial reporting.

First-half income tax expense included a $10.2 million benefit from releasing most of the valuation allowance on deferred tax assets, primarily in connection with the ADAPTIX acquisition. The first-half effective tax rate was 25%; management estimated an annual rate of approximately 38%. Foreign withholding taxes were $11.9 million in the first half. These tax and acquisition-accounting items affect comparability and reported earnings.

Important facts for investors to verify

  • Whether revenue growth and cash collections are sustainable given the concentration in a small number of licensees and the episodic nature of licensing settlements.
  • The final ADAPTIX purchase-price allocation, including patent valuations, useful lives, goodwill and deferred-tax assumptions; these remained preliminary.
  • Future cash requirements and returns from the substantial patent acquisitions, including ADAPTIX and first-half portfolio purchases.
  • The durability of first-half earnings after considering the $10.2 million valuation-allowance release, foreign withholding taxes, non-cash stock compensation and patent amortization.
  • Potential litigation, enforcement, regulatory or market developments that could raise costs, delay licensing revenue or create material liabilities.
