Business context

Addentax is a China-based garment manufacturer and logistics provider, with operations primarily in Guangdong through wholly owned subsidiaries. Revenue declined 25.4%, which management attributed to market declines in both segments and discontinuing certain low-margin customer relationships. Gross margin improved, but gross profit fell with lower sales. Operating expenses rose 15.8%, chiefly because of higher legal and professional fees, and the operating loss widened. Net loss improved slightly, partly because FY2018 included a $454,659 goodwill impairment charge; no goodwill impairment charge was recorded in FY2019.

Logistics gross margin increased to 14.7% from 10.7%, which management linked to a focus on higher-margin customers and cost controls. Garment manufacturing gross margin increased to 9.1% from 7.0%; management also reported rising labor costs. Logistics subcontracting fees increased to $3.24 million from $988,883 as more shipments fell outside the company’s own network.

At March 31, 2019, the balance sheet reported cash of $277,264, total assets of $3.97 million, current assets of $2.80 million and current liabilities of $5.67 million. The resulting net current liability was $2.87 million. Related-party amounts payable were $4.20 million, unsecured, non-interest-bearing and due on demand. A bank loan of $223,502 carried a 6.96% annual rate, with principal maturities in September and November 2019. Operating cash flow was positive but lower year over year; the filing attributes it in part to changes in operating assets and liabilities, including collections of receivables and other receivables.

Outlook, risks and unusual items

Management planned to expand logistics coverage, including additional logistics points, and pursue textile sales, private-label brands, and international logistics and warehousing. These are plans, not quantified financial guidance; the filing provides no clear revenue or earnings forecast. Management said economic uncertainty and pricing pressure in China could affect sales, margins, cash and receivable collections.

The auditor’s report highlights substantial doubt about the company’s ability to continue as a going concern, citing recurring losses, net current liabilities and accumulated deficit. Management said it expected to rely on operating cash flow and CEO financial support, but there is no assurance that additional financing will be available. The company also disclosed material weaknesses in internal control over financial reporting—insufficient accounting personnel with appropriate knowledge and experience—and concluded disclosure controls were not effective. The auditor did not audit internal-control effectiveness.

Other key risks include dependence on related-party funding and key executive Hong Zhida; customer demand and collection risk; rising labor and raw-material costs; reliance on third-party logistics contractors; RMB exchange and PRC regulatory risks; and limited, volatile OTCQB trading. The auditor separately emphasized significant related-party transactions and cautioned they may not be on arm’s-length terms. The company reported no material pending legal proceedings.

Subsequent to year-end, the company filed an S-1 for a proposed offering of 1 million to 4 million common shares, alongside resale shares by selling stockholders. A 1-for-20 reverse stock split became effective February 27, 2019. The filing also said adoption of lease accounting was expected to add approximately $0.6 million of right-of-use assets and lease liabilities in fiscal 2020.

Most important facts to verify

  • Going-concern status, actual availability and terms of further financing, and the timing and repayment of the $4.20 million related-party payable.
  • Cash conversion and receivable quality: accounts receivable was $1.80 million, and five customers each represented at least 10% of receivables at year-end; no doubtful-account allowance was recorded.
  • Reported balance-sheet figures differ within the filing: MD&A gives current assets of $2.91 million and current liabilities of $5.78 million, while the audited balance sheet reports $2.80 million and $5.67 million, respectively. Confirm the intended values.
  • Progress in remediating material weaknesses and improving financial-reporting controls.
  • Status, final terms and dilution from the proposed share offering, and execution of the stated logistics expansion plans.
