Changes, outlook, and risks
- Net income increased 5.8% in Q3 and 5.6% for nine months; diluted EPS rose 7.8% and 7.5%, respectively. Earnings benefited from higher processing revenue and asset growth, partly offset by higher operating costs and lower net interest margins.
- Management attributed transportation weakness to lower activity among existing customers, particularly oil and gas customers, and lower fuel prices reducing invoice amounts. Expense-management growth reflected new customer wins, including large accounts switching from competitors.
- Operating expenses increased 4.1% in Q3 and $1.944 million year to date, principally from personnel, staffing and technology investment, health insurance, and outside and professional services. Management cited lower pension expense as a partial offset.
- Management expects cash, maturing investments, and operating cash flow to be sufficient for operations and capital spending. Estimated 2016 capital expenditures were $5 million to $7 million. No earnings or revenue guidance was provided.
- Key sensitivities include interest rates, business activity, energy costs, and new-business opportunities. Management noted that lower rates generally pressure net interest income; its interest-rate policy limits the modeled change in annualized net interest income to 15% under an immediate, sustained 200-basis-point parallel rate move. Management said the risk position had not changed materially from year-end 2015.
- Off-balance-sheet commitments at September 30 included $15.976 million of unused loan commitments, $14.238 million of standby letters of credit, and $1.820 million of commercial letters of credit; no estimated losses were accrued. Management stated pending legal matters were not expected to have a material effect. Unrecognized tax benefits were approximately $1.503 million.
- Management evaluated the expected effects of new accounting standards; revenue recognition and lease standards were not expected to have a material impact, while the effects of stock-compensation and expected-credit-loss standards were still being assessed.
Important facts for investors to verify
- Whether continued payment-processing growth can offset weak transportation dollar volumes and the impact of lower energy costs.
- Whether loan growth, credit quality, and the reduced allowance remain consistent with future portfolio performance; review the $1.324 million of nonperforming loans and the $1.000 million nine-month reserve release.
- How interest-rate changes and the long-maturity securities portfolio may affect net interest income, securities values, and liquidity.
- Whether growth in accounts and drafts payable and changes in deposits persist; these balances can fluctuate with payment-processing activity.
- Progress on strategic staffing and technology investments, capital spending, and adoption of the new accounting standards.
